Business condition attached to the margin of safety Clear evidence that the roughly $600 million raised through the November 2025 tangible equity units offering has been, or will be, deployed into a sensibly priced, earnings-accretive acquisition (or returned to shareholders) rather than left idle or used to fund an overpriced deal.
Novanta designs and manufactures core photonics, precision motion control, and vision components that get built into medical devices, industrial lasers, robotics, and other advanced-technology equipment. It has grown for a decade through a mix of organic product development and disciplined bolt-on acquisitions, more than doubling revenue since 2016 to roughly $980 million in 2025, across two segments: Automation Enabling Technologies (motion control, photonics, vision) and Medical Solutions (components embedded in medical devices). Cash generation over the past six years has been remarkably stable once the swings that come from customers paying faster or slower, and from building or drawing down inventory, are stripped out. That underlying, normalized owner-earnings figure moved from roughly $1.88 to $2.78 per share between 2020 and 2024 before slipping to $2.58 in 2025. The 2025 dip does not look like a weakening of the core business. It reflects acquisition-integration and restructuring costs in the Medical Solutions segment (about $5.5 million), an $18 million increase in corporate costs tied to acquisition activity, a higher effective tax rate, and a foreign-currency loss -- items that read as one-time rather than structural. Results already reported for the first half of the current fiscal year show net income up roughly 31% from a year earlier, consistent with those costs rolling off. Our near-term outlook assumes a real recovery from the 2025 dip, but at a more modest pace than that six-month print alone would suggest, since one strong half-year is not proof of a new, permanently higher run rate. In November 2025, Novanta raised about $630 million through a hybrid security (tangible equity units) combining a stock-purchase obligation -- which will add roughly 12% more shares by 2028 -- with a modest amount of amortizing debt. Only a small fraction of the proceeds was spent on acquisitions during 2025, leaving most of the cash on the balance sheet. Existing shareholders face dilution that is already effectively locked in, while the ultimate use of that capital (a larger acquisition, debt reduction, or simply a cushion) is not yet clear from the filings. We have valued the shares assuming this capital gets deployed at roughly the company's own economics -- neither a windfall nor a value-destroying purchase -- and flagged that assumption as something to watch. We value Novanta on owner earnings -- operating cash flow minus working-capital swings, minus stock-based compensation, minus the capital spending needed just to sustain (not grow) the business -- normalized over 2020-2025, a period that better reflects the company's current scale and mix than the smaller business it was a decade ago. Bear case ($44.90/share): growth stalls for several years. Medical Solutions margins stay depressed rather than recovering to their pre-2025 level, tariff and input-cost pressure (some components and manufacturing are sourced from China) squeezes margins further, and only modest growth resumes late in the decade. Base case ($72.87/share): the 2025 cost items roll off as early-2026 results already suggest, owner earnings grow at a mid-single-digit rate for most of the coming decade (in line with the trend since 2020), and Novanta's specialized photonics and medical-device components -- typically designed into customer platforms for many years with no hard expiration date -- continue generating cash indefinitely at a modest, sustainable growth rate beyond year ten. Because these long-duration, recurring product franchises make up most of the business, more than two-thirds of this value rests on what the company earns beyond the next ten years, which in turn rests on the view that its core component businesses keep renewing themselves without capital spending beyond what is already charged against earnings. Bull case ($95.98/share): Medical Solutions margins fully recover, the Automation Enabling Technologies segment keeps expanding margins as it has recently, and the capital raised in November 2025 is deployed into a genuinely value-adding acquisition, supporting high-single-digit owner-earnings growth for an extended period. On this range, the margin-of-safety price is around $54.87, a meaningful discount to our base-case estimate that reflects both the real risk in the bear case and today's uncertainty about how the recently raised capital will be used. A somewhat higher price would be supported once it is clear that the roughly $600 million raised in November 2025 has been, or will be, put to work in a sensibly priced acquisition rather than left idle or spent on an overpriced deal.
