Business condition attached to the margin of safety Continued reduction of long-term debt (roughly $4.15 billion at the end of fiscal 2025, down from about $5.1 billion right after the Atotech acquisition) rather than a reversal, and no material worsening of U.S. export restrictions on semiconductor equipment sales to China beyond what is already known.
MKS Instruments supplies the vacuum, photonics, RF power, and process-control technology that semiconductor, electronics, and industrial manufacturers use to make chips, printed circuit boards, and other advanced components. In 2022 the company also acquired Atotech, a specialty chemicals and electroplating equipment business used in semiconductor packaging, printed circuit boards, and general industrial finishing. The combination was meant to pair MKS's cyclical capital-equipment sales with Atotech's more recurring, consumable-chemistry revenue. Because the Atotech deal reshaped the company so substantially, we based our estimate of normal, ongoing cash-generating power on the three full fiscal years since the acquisition closed (2023 through 2025) rather than a longer history that describes a smaller, semiconductor-only company. Over that period, owner earnings (cash generated by the business after real, recurring investment needs, stock-based compensation, and working-capital swings) have run in the neighborhood of $5 per share, growing about 6% in the most recently completed fiscal year. We used that trailing growth rate as the floor for what we assume happens next; we allowed for a somewhat faster pace in the first year of our forecast only because the company's own 2025 annual report and the results it has since reported point to a pickup in demand tied to artificial-intelligence-related chip investment, advanced logic and foundry capacity additions, and a NAND memory upgrade cycle -- a specific, already-visible trend rather than a hoped-for market recovery. One accounting note worth flagging: MKS recorded a large non-cash impairment charge against Atotech-related goodwill and intangible assets in 2023, which produced a large reported net loss that year despite solidly positive cash flow. We treat that impairment as a write-down of a prior overpayment for the acquisition, not as a cost of running the business today, which is standard treatment -- but it is also a reminder that the company has a history of paying full price for acquisitions, and we have accounted for that risk in our downside case. Our base case assumes the business grows through a normal semiconductor equipment cycle -- alternating up and down years -- averaging a modest 2-3% a year over the next decade, with cash flows beyond that supported by MKS's continued spending on engineering and customer service to defend its position in vacuum, RF, and specialty chemistry technology, which we treat as a business that can sustain roughly its year-ten earning power indefinitely, discounted at a flat 6% return requirement. On that basis we estimate the shares are worth on the order of $123. Our downside case assumes a longer and deeper semiconductor capital-spending downturn than the base case, further erosion of sales to Chinese customers as export controls tighten, and slower-than-hoped realization of the benefits of combining MKS and Atotech, leaving owner earnings roughly flat to modestly declining over the decade; on that basis we estimate the shares would be worth around $67, and note that with roughly $4 billion of long-term debt on the balance sheet, a weak scenario like this leaves relatively little cushion. Our upside case assumes the current AI-driven equipment and memory upgrade cycle proves durable and broadens into advanced packaging and additional customer wins for the combined chemistry-and-equipment offering, supporting high single-digit annual growth in owner earnings; on that basis the shares could be worth around $182. In this case, more than two-thirds of the estimated value depends on what the business can still earn many years from now, which rests on MKS continuing to hold a meaningful, technology-differentiated position in chip-making equipment and chemistry rather than losing share to larger, more vertically integrated competitors -- so this case should be read as a genuine upside scenario, not the expected outcome. Putting these together, the margin-of-safety price is in the mid-$80s, a meaningful discount to our base-case estimate that reflects the company's real cyclicality and leverage. We were not able to fully reconcile a handful of smaller, non-recurring items buried in the cash flow statement (loss on debt extinguishment, foreign-currency and derivative gains and losses) to a single cause each year, but they are small relative to overall cash flow and do not change the picture.
