MSC Industrial Direct distributes metalworking and maintenance, repair and operations (MRO) products to manufacturers, mostly through a high-touch model of account managers, technical specialists, branch locations and a growing installed base of on-site vending machines and inventory-management systems (29,611 vending units in service at the end of fiscal 2025, up from 27,003 a year earlier). About 58% of revenue comes from heavy manufacturing customers, which makes the business somewhat cyclical with the broader industrial economy, though it held up well even through 2020. Owner earnings (operating cash flow after stripping out working-capital swings, stock compensation, and capital spending needed just to replace worn-out assets) were valued using the median of the last eight fiscal years (2018-2025), a period spanning a pre-pandemic growth phase, the pandemic itself, a 2022-2023 order backlog boom, and the industrial slowdown of the last two years. That median works out to roughly $5.20 of normalized owner earnings per share, which we use as this business's sustainable earning power today rather than the most recent, cyclically depressed year. Fiscal 2025 was a soft year: revenue fell 1.3% and owner earnings per share fell to about $3.49 from $4.25 the year before, driven by weak demand from heavy-manufacturing customers and a mix shift toward lower-margin public-sector business. However, the fourth quarter of fiscal 2025 showed early signs of a turn, with several manufacturing subindustries (machinery, aerospace, automotive, primary metals) expanding again, and the first three quarters of fiscal 2026 have already confirmed that improvement: net income is running about 22% ahead of the prior year and revenue about 5% ahead. Because this is dated evidence from filed results rather than a hoped-for market recovery, our base case assumes a real, though moderating, earnings recovery starting in fiscal 2026 (below the pace shown in the first nine months, to be conservative about the final quarter), settling into roughly 3-4% annual growth over the following decade as the recovery normalizes. Our base case values the shares at about $93. Our bear case (roughly one outcome in ten) assumes the industrial recovery stalls, larger national accounts keep drifting away as they have in the past year, and the ongoing mix shift toward public-sector business (which carries lower margins) continues to erode profitability faster than cost-cutting programs can offset -- producing a business that essentially treads water for a decade. That case is worth about $61 per share. Our bull case (roughly one outcome in ten) assumes the recovery already visible in fiscal 2026 continues, the company's vending and inventory-management installed base keeps taking share from smaller regional distributors, and its ongoing efficiency program restores margins closer to their historical highs -- worth about $124 per share. For the years beyond our explicit ten-year forecast, we assumed the business continues as a going concern with modest growth (well under 1.5% annually, depending on scenario), since MSC's warehouses, technology platform and vending fleet renew themselves out of the capital spending already embedded in owner earnings -- there is no product patent or contract expiring that would cause the business to shrink or disappear. This long-run value makes up a meaningful share of the total (around 60% in the base case), which is typical for a distribution business with a durable, self-renewing asset base, but is worth noting. One accounting judgment: MSC's cash-flow statement does not report working-capital movement as a single line, so owner earnings were built from net income plus depreciation and amortization, minus maintenance capital spending, which is mathematically the same result as the operating-cash-flow-based formula once share-based compensation and working-capital swings are properly netted out. This also explains why fiscal 2023's unusually large reported operating cash flow (a swing tied to inventory drawdown) does not show up in our owner-earnings figures -- it was purely a timing effect, not durable earnings power. Based on the bear-case downside, the margin-of-safety price is around $73 per share.
