Business condition attached to the margin of safety A couple of reported quarters showing the Eastern Michigan Financial Corp. integration — particularly the core banking systems conversion — is going smoothly, with no unexpected credit problems surfacing in the acquired loan book.
Mercantile Bank Corporation is a Michigan-based bank holding company serving West Michigan and, as of the very end of 2025, Eastern Michigan as well, following its acquisition of Eastern Michigan Financial Corporation (parent of Eastern Michigan Bank), which closed on December 31, 2025. It makes its money the way any community bank does: taking in deposits, making commercial and consumer loans, investing in securities, and running a mortgage-banking business that originates and sells residential loans. We measure the cash the business actually generates for shareholders — operating cash flow, adjusted to remove ordinary swings in loan and deposit timing, stock-based compensation, and the cost of growing (rather than simply maintaining) the branch and systems footprint. On that basis, per-share earning power has moved through two distinct eras: roughly $1.50–$2.40 during the ultra-low-rate years of 2016–2021, and a step up to roughly $4.20–$5.40 from 2022 onward, as the Federal Reserve's rate-hiking cycle widened the spread the bank earns between what it charges on loans and what it pays on deposits. We anchored this valuation on the more recent, higher-rate period (2022–2025), since that reflects the environment the bank operates in today, and earnings have held in a fairly narrow, roughly $4.70 per share, band for four straight years. One accounting item worth explaining: in 2025, operating cash flow fell sharply (to about $18 million from about $101 million the year before) even though net income actually rose (to $88.8 million from $79.6 million). This traced to ordinary timing swings in other assets and other liabilities on the balance sheet, not any deterioration in the business, and we backed those swings out, along with the usual add-backs for stock-based pay and non-cash charges such as loan-loss provisions and intangible amortization. Our base case starts from that roughly $4.70 level and grows it 9% in year one — faster than the roughly 3% the bank achieved organically from 2024 to 2025, but for a specific, dated reason: the Eastern Michigan acquisition closed on the last day of 2025, so 2025 includes zero days of its contribution, while 2026 will include a full year of a bank equal to about 8.4% of Mercantile's combined balance sheet. We assume growth cools to 6% the next year as the combined banks' systems and cost savings come together, then settles to a steady 3–4% per year, consistent with ordinary loan and deposit growth in a mature Midwest banking market. Beyond the ten-year forecast we assume earnings continue at a modestly growing level indefinitely, since a bank's branch network and loan book renew themselves using the maintenance spending already built into our cash-flow figure, unlike a business whose products have a fixed expiry. That long-run assumption does a large share of the total value here (a bit under two-thirds), which is typical for a going-concern bank valued this way, but is worth stating plainly. Our bear case assumes the Eastern Michigan integration goes poorly — management itself has flagged the core banking-system conversion as complex, and problems there could disrupt customer service and run over budget — combined with the kind of interest-rate squeeze the bank experienced in 2020–2021, when the spread between loan yields and deposit costs narrowed sharply, plus a rise in loan losses from a soft patch in the commercial book. Together, these push per-share earning power down to roughly $3.30 in year one, essentially flat to slightly better after that, with no assumed long-term growth. Our bull case assumes the integration goes smoothly and promised cost savings show up quickly, layered on continued strong loan growth in Mercantile's core West Michigan commercial-banking franchise, with earnings growing 18% in year one, staying in the high single digits for several years, before settling into a mature growth rate. Putting this together, we get a base-case value of roughly $122 per share, a bear case of about $53, and a bull case of about $154. Because the downside case — driven mainly by how well the new acquisition integrates — is meaningfully worse than the base case, the margin-of-safety price carries a large discount, and values toward the higher end of that range depend on the integration tracking well. The margin-of-safety price is around $74 per share. One item we could not fully reconcile from the outside: management has not disclosed a specific dollar estimate for the cost savings or earnings benefit expected from the Eastern Michigan acquisition, so our near-term growth assumptions for that deal are our own estimate rather than a figure taken from the filings.
