Business condition attached to the margin of safety Fiscal 2026 comparable restaurant sales positive and restaurant-level operating margin at or above the fiscal 2025 level in the interim 10-Q filings, confirming the margin recovery is holding rather than a two-year blip.
BJ's Restaurants operates 219 casual-dining, brewpub-style restaurants across 31 states. The business has been through a difficult stretch: after strong, stable profitability through 2019, the pandemic shutdown crushed 2020 results, and the reopening years of 2021-2023 were hit by an unusual wave of labor shortages, California wage increases, and commodity inflation that pushed restaurant-level margins to their thinnest levels in the company's history. Over the past two fiscal years, management has visibly reversed that squeeze through menu price increases, labor-efficiency programs, and other disclosed cost-savings initiatives: operating margin rose from about 1% of revenue in fiscal 2024 to 3.3% in fiscal 2025, with both cost of sales and labor costs falling as a percentage of revenue. New unit growth has essentially stopped (one new restaurant opened in fiscal 2025, versus dozens per year a decade ago), and capital is now going mostly toward remodeling existing restaurants and an increasingly large share buyback program ($675 million authorized since inception, repurchases more than tripling in fiscal 2025 versus fiscal 2023). We based owner earnings on operating cash flow less normal working-capital swings, less stock compensation, less the maintenance-only portion of capital spending. BJ's discloses capital spending split between new-restaurant and existing-restaurant costs each year, and we used that disclosed split rather than a mechanical formula, since same-store sales growth and new-unit growth are not the same thing for this company. We also treated BJ's real-estate lease payments as ordinary recurring operating cash flow rather than stripping them out as a one-off working-capital item, since a restaurant company's lease cost is a normal cost of doing business, not a timing anomaly. Because 2021-2023 reflect a genuine but now-largely-reversed cost shock, and 2020 was a pandemic shutdown outlier excluded entirely, we anchored the valuation on the middle of the three most recent fiscal years (2023 through 2025), which blends the tail end of the cost squeeze with two years of demonstrated, filed recovery. That anchor is noticeably below the actual 2025 result, which grew about 24% per share over 2024; we did not extrapolate that pace of improvement, since most of the recovery (the pricing actions and efficiency programs) is already in the books, and instead assumed a base-case growth path that starts near 6% and decelerates toward 3% by year ten, driven by modest same-store sales growth, incremental margin improvement, and continued (but not accelerating) share buybacks. Our bear case assumes the cost recovery partially unwinds - renewed labor and commodity inflation, softer guest traffic as diners trade down (a pattern already visible in fiscal 2025's mix shift toward lower-priced items), and a resumption of the restaurant closures/impairments BJ's took in six locations in fiscal 2024 - with owner earnings falling for two years before stabilizing at a lower, flat level. Our bull case assumes the margin recovery continues, comparable sales reaccelerate, and disciplined new-unit growth resumes if the company's newer, lower-cost restaurant design proves out, alongside continued buybacks. Beyond the ten-year forecast, we valued BJ's restaurant base as a slowly growing, self-renewing asset: existing-restaurant maintenance spending is already charged against earnings, restaurants can be remodeled and relocated over time (unlike a patent or a contract with a hard expiration), and the brand has proven durable through a severe cost shock. We assumed low, sub-inflation growth beyond year ten given the intensely competitive casual-dining category; that long-run assumption accounts for roughly 60-65% of the total value in each scenario, which we flag because it means the valuation leans heavily on the view that BJ's restaurants keep earning at roughly their year-ten level indefinitely rather than declining - a reasonable but not certain assumption for a mature restaurant chain. Based on this work, the margin-of-safety price sits meaningfully below our base-case estimate, reflecting the fact that the margin recovery underlying this valuation is only about two years old and its durability is not yet fully proven. All figures reconciled cleanly to the filed cash flow statements with no unresolved items.
