Business condition attached to the margin of safety At least two additional quarters of reported results consistent with, or better than, the H1 2026 run-rate (roughly $25-26 million of operating cash flow per half-year on the combined asset base), confirming the current earnings level is durable rather than a temporary commodity-price or hedge-timing effect, and continued, undisrupted development of the undeveloped reserve base under the existing credit facility.
PEDEVCO Corp. is a small U.S. onshore oil and gas producer with acreage in the D-J Basin (Weld and Morgan Counties, Colorado, and Laramie County, Wyoming), the Powder River Basin (Wyoming), and the Chaveroo field of the Permian Basin (New Mexico). For most of the last decade this was a much smaller, financially strained company: it restructured debt in 2018, and owner earnings swung from meaningfully negative in weak years to modestly positive in strong ones, tracking oil and gas prices and the pace of its drilling spend. On October 31, 2025, the company closed a transformative acquisition, merging with North Peak Oil & Gas and Century Oil & Gas Sub-Holdings and roughly tripling its reserve base by adding producing wells and undeveloped acreage in the D-J and Powder River Basins. The $180 million deal was funded with $115.6 million of cash, drawn under an expanded credit facility, and $64.2 million of new convertible preferred stock that automatically converted into common shares in February 2026. The company also completed a 1-for-20 reverse stock split in March 2026, so all share and per-share figures here are stated on that current basis (roughly 13.3 million shares outstanding). Because of this transformation, the company's pre-2025 earnings record describes a business well under half its current size, so we have not used it as the anchor for value. Instead we anchored on the results the combined company has actually reported since closing: the six months ended June 30, 2026 - the first clean full half-year on the enlarged asset base - in which the company generated $25.9 million of operating cash flow and spent $20.0 million developing wells, funding progress on the roughly half of its reserves that are not yet producing. We deliberately started our first-year estimate somewhat below the pace implied by that six-month print, because part of it reflects a swing in hedging-related income that need not repeat, and because two quarters is a short run to build a permanent estimate on. Independent engineers valued the company's proved reserves at $357.7 million before tax at 2025's average prices (about $65/barrel oil, $3.39/mcf gas), of which roughly $100 million relates to reserves still to be drilled - a useful cross-check on the scale of value here, though it is not itself our valuation method. In arriving at owner earnings, we started from cash generated by operations, subtracted stock-based compensation (a real cost that operating cash flow otherwise ignores) and the working-capital swings that make quarter-to-quarter cash flow choppy, and then subtracted the drilling capital needed to sustain production, separating that from money spent developing genuinely new reserves. We treated the $115.6 million paid for the October 2025 acquisition itself as a one-time investment, not an ongoing cost. Bear case: oil and gas prices settle near the lower end of the range this company has actually experienced, and cash generated is largely absorbed by interest and debt reduction on the $98 million now owed under the credit facility (due October 2029), leaving limited cash to convert undeveloped reserves to production. Production and owner earnings decline steadily over the decade as wells naturally deplete faster than they are replaced. This produces a value of roughly $4.50 per share. Base case: the company continues developing its undeveloped reserves over the next three to four years using capacity already available on its credit facility, modestly growing production and owner earnings before the asset base matures and begins a gradual, gentle decline typical of a maturing basin, absent evidence of a large additional drilling inventory beyond what is already booked. This produces a value of roughly $21.75 per share. Bull case: the development program is executed cleanly and on schedule, fully converting the currently booked undeveloped reserves to producing wells, and the combined company's current run-rate holds up without erosion. Production plateaus at a higher level for several years before the same eventual decline sets in. This produces a value of roughly $33.25 per share. What would have to be true for this estimate to be wrong: on the upside, that the strong cash flow of the first half of 2026 proves durable rather than partly a timing or pricing quirk, and that the credit facility continues to fund the remaining undeveloped reserves without disruption. On the downside, that oil and gas prices stay soft for an extended period while $98 million of debt (maturing in 2029) still has to be serviced and eventually refinanced, or that the pace of new drilling fails to offset the natural decline of existing wells. Given how recently this business was transformed, how much leverage it now carries relative to its size, and how volatile its cash flows have historically been, the margin-of-safety price is set at a large discount to our base-case estimate, at $8.50 per share. That price also assumes the current level of cash generation is confirmed by at least a couple more quarters of results consistent with, or better than, the first half of 2026, rather than resting on that six-month period alone. One accounting note for transparency: the company disclosed a control weakness in how it separated developed from undeveloped reserves for depreciation purposes, which led to two restatements of net income in 2025 (net income only - reported cash flow was not affected, and is what this valuation relies on).
