Business condition attached to the margin of safety The first-quarter fiscal 2026 systems/technology transition has passed without a lasting hit to margin or sales - confirmed by operating margin returning toward double digits and no continued inventory-availability disruption in the following quarters.
Abercrombie & Fitch operates four apparel brands - Abercrombie & Fitch, Hollister, Abercrombie Kids and Gilly Hicks - sold through leased mall and off-mall stores plus a substantial and growing direct-to-consumer business. The company owns no real estate; capital spending goes toward new store build-outs, store remodels, and technology/digital infrastructure rather than owned property. The business we are valuing today is not the business Abercrombie was for most of the last decade. From fiscal 2016 through fiscal 2022, the company earned only a sliver of profit - typically under $2 of owner earnings per share, and briefly negative in the cash-flow sense during fiscal 2022, a year of acute freight and input-cost inflation and heavy promotional discounting. Starting in fiscal 2023, results changed sharply: net sales grew from about $4.3 billion to $5.3 billion over two years, operating margins moved into the double digits, and owner earnings per share rose to roughly $7, then $11, then $11 in fiscal 2025 - a genuine step-change tied to the brand repositioning and merchandising discipline management has executed since 2022, not a one-time item. We anchor this valuation on the median of fiscal 2023 through fiscal 2025 (about $10.67 of owner earnings per share), treating the pre-2023 years as describing a materially different, lower-margin business. One near-term caution: owner earnings per share actually declined slightly from fiscal 2024 to fiscal 2025 (roughly $11.16 to $10.67), driven mainly by a jump in capital spending (to $240.8 million, from $182.9 million) and a 170-basis-point drop in operating margin even as sales grew 6%. The company has guided capital spending back down to $200-225 million for fiscal 2026 and has separately flagged that a systems/technology transition will disrupt inventory flow and pressure margin specifically in the first quarter of fiscal 2026. We treat fiscal 2026 as roughly flat versus fiscal 2025 - the guided pull-back in spending should help, but it is weighed against the disruption management itself has flagged - rather than assuming the acceleration a purely mechanical extrapolation of past growth might suggest. Our base case assumes owner earnings per share is roughly flat in fiscal 2026, then grows at a mid-single-digit rate through the back half of the decade as the technology transition completes and international and digital sales keep scaling, moderating to low-single-digit growth by year ten as the store base matures. Beyond year ten we do not assume perpetual growth: specialty apparel is a fashion-driven category, and this company's own history includes two prior multi-year swings from strong to weak brand relevance and back. We instead hold owner earnings flat at the year-ten level into perpetuity - a conservative way of saying the store and digital infrastructure, funded by capital spending already deducted from owner earnings, keeps renewing itself, without assuming continued brand momentum forever. On these assumptions we estimate the shares are worth roughly $220 today. Our bear case (roughly a one-in-ten outcome) assumes the brand loses relevance again, as it has twice before in the last twenty years: heavier promotional activity compresses gross margin over fiscal 2026-2028, revenue growth stalls, and owner earnings per share falls to and settles around $7-8. The company carries no long-term debt and roughly $760 million of cash, so this is a scenario of mediocre, not distressed, economics - we see no realistic path to insolvency. That case is worth roughly $135 per share. Our bull case (roughly a one-in-ten outcome to the upside) assumes the technology transition proves a net positive for inventory control and markdown avoidance, international and Gilly Hicks growth continues at its recent pace, double-digit operating margins are sustained longer than our base case assumes, and the company continues its substantial share buyback program ($451 million repurchased in fiscal 2025 alone). That case is worth roughly $300 per share. Because a meaningful share of both the base and bull cases (roughly 60-65%) comes from what the business earns after year ten, our estimate leans heavily on that year-ten starting point holding up - that matters more to the outcome than any single near-term quarter. Given the width of this range, the margin-of-safety price is set meaningfully below our base-case estimate to build in a margin of safety against the brand-relevance risk in our bear case, and it is better supported once the first-quarter fiscal 2026 systems transition has passed without a lasting hit to margin or sales. One item we could not fully reconcile from the filings: net income as reported in the cash-flow statement runs a few million dollars above the 'net income attributable to A&F' figure used for per-share metrics in some years, which appears to reflect small noncontrolling-interest allocations. It does not affect our owner-earnings calculation, which is built from operating cash flow rather than net income.
