Business condition attached to the margin of safety Quarterly operating cash flow stops falling from the first-half 2026 level (about $6.9M for six months), and the four non-accrual loans carried at $308.1M at year-end 2025 begin to be resolved at or near their carrying values.
Ares Commercial Real Estate is a mortgage REIT managed externally by a subsidiary of Ares Management. It lends mostly floating-rate senior mortgages on commercial properties. At the end of 2025 it held 34 loans with $1.6 billion of outstanding principal, an average remaining life of 1.3 years, and a 7.4% effective yield on the loans that are still paying. The manager earns a base fee of 1.5% of equity whatever the results. What the business earns. We measure owner earnings as operating cash flow less working-capital swings and stock compensation. A lender has no capital spending, so nothing else is deducted. On that basis owner earnings were about $1.13 to $1.47 per share from 2017 to 2023. They then fell to $0.67 in 2024 and $0.40 in 2025, a 40% drop in the latest year. Book equity fell from $747.5 million at the end of 2022 to $509.6 million at the end of 2025, and to $489.2 million by June 2026. Interest income fell from $157.7 million to $97.6 million in 2025 as the loan book shrank. An accounting judgement matters here. Operating cash flow adds back credit losses because they are non-cash. Realized losses on loans were $10.5 million in 2023, $83.6 million in 2024 and $34.6 million in 2025. Owner earnings therefore flatter the true result. We did not adjust the earnings level for this. Instead the losses are carried in the bear case, which assumes further write-offs. The problem. At year-end 2025 four loans, carried at $308.1 million, were not paying interest. That is roughly a fifth of the loan book, and the filing says the portfolio still holds a significant amount of loans rated 4 and 5 and non-accrual loans backed by office properties. Office is 28% of the portfolio. The credit-loss reserve is about $126 million, derived from the $1,528.8 million carrying amount against $1,403.1 million net on the balance sheet. The company also owns $130.2 million of foreclosed real estate. The quarterly dividend is $0.15 a share. Growth path. Actual owner earnings growth in 2025 was -40%. The first half of 2026 shows operating cash flow of $6.9 million against $12.9 million a year earlier, about -46%. We assume year one of the base case falls about 45%, to roughly $0.22 a share. That is at the trailing pace, so no reversal is assumed. The new senior loans closed on February 6, 2026 ($76.7 million and $43.6 million outstanding at closing) are too small and too recent to offset this. Base case, $3.70 a share. Earnings settle at about $0.22 a share and stay flat. The lending engine is credited with continuing at today's size. It has made 229 loans since 2011 and has produced positive owner earnings in each of the nine years we could measure. Nothing is credited for growth, for the non-accrual loans coming back to life, or for margin recovery. None of these has yet happened. Bear case, $1.70. The non-accrual loans, mostly office and other problem assets, produce further write-offs beyond the current reserve, and equity falls by roughly a fifth. The manager's fee and the fixed costs then take a larger share of a smaller earning base. Earnings run at about $0.16, then $0.12, then $0.10 a share indefinitely. The company is leveraged, with roughly $1 billion of average borrowings against about $0.5 billion of equity, and loan lives of only 1.3 years make refinancing a live risk. Bull case, $6.90. The non-accrual loans are resolved at close to carrying value and the cash is lent again at yields like the 7.4% now earned on performing loans. There is a record for redeployment: $491.5 million funded in 2025, and the two February 2026 loans. Owner earnings rebuild to about $0.32 in year two and $0.43 from year three, roughly the 2025 level, and are held there. Nothing beyond the 2025 level is credited. The 2025 experience is a caution, because a discounted payoff of an office loan cost $33.0 million. What would make this wrong. Each case is well below current book value. If the loans are repaid near carrying value and the money is relent at current yields, the true value is higher. If office losses go beyond the reserve, or if lenders pull back financing when loans mature, it is lower. One item could not be reconciled from the filings. Owner earnings for 2020 to 2023 were lifted by a large annual rise in other assets, $15.3 million to $19.9 million a year, whose nature we could not determine. It was removed as working capital in line with the method, so the 2020 to 2023 figures may be somewhat high. Our latest filing is the 10-Q for June 2026.
