Valero Energy is one of the world's largest independent petroleum refiners, running about 15 refineries (mainly on the U.S. Gulf Coast and Midwest) plus a growing renewable diesel business through Diamond Green Diesel, a 50%-owned joint venture it consolidates, and an ethanol segment. The business is fundamentally a converter of crude oil and other feedstocks into fuels, earning the spread (the "crack spread") between input and output prices. We measured the cash the business actually generates for owners over a full ten-year stretch (2016-2025), after routine reinvestment in the refineries (including the periodic multi-week maintenance shutdowns, called turnarounds, that every refinery needs every few years just to keep running) and after removing the swings caused by working-capital timing and non-cash stock compensation. That decade captured a genuine full cycle: a soft 2016-2019, the 2020 pandemic demand collapse (owner earnings went negative that year), a sharp recovery, an extraordinary 2022-2023 stretch when the war in Ukraine knocked a large volume of refined products out of the export market and pushed margins to records, and a normalization back down in 2024-2025. We used the median year of that cycle, about $6 per share, as the durable, normalized earning power of the business today, rather than anchoring on the unusually strong recent two years or the unusually weak 2020. Our base case assumes owner earnings grow modestly (roughly 1.5% a year) over the next decade, reflecting a business with no organic growth engine but a continued reduction in share count from buybacks, partially offset by a slow, multi-decade decline in U.S. gasoline demand as vehicles become more efficient and electrify. Beyond ten years we valued the business as a flat, non-growing perpetuity - refineries are very long-lived assets that renew themselves through the maintenance spending already charged against earnings, but we did not assume gasoline demand keeps growing, so we gave no credit for growth after year ten. That produces a value of roughly $110 per share, of which around 58% comes from the years beyond the explicit ten-year forecast - a meaningful share, resting on the view that demand for diesel, jet fuel and petrochemical feedstocks remains durable even if gasoline demand fades. Our bear case assumes new refining capacity coming online overseas (large export-oriented refineries in the Middle East and West Africa) erodes the currently tight margin environment, renewable diesel economics stay weak amid policy uncertainty around federal clean-fuel tax credits, and gasoline demand erosion continues without being offset by buybacks. That points to normalized owner earnings near $4 per share, slowly declining, for a value of roughly $57 per share. Our bull case assumes the structural tightening of U.S. refining capacity since 2020 - several competing refineries were permanently shut or converted away from making gasoline and diesel - proves durable, keeping margins closer to the stronger recent run rate, while continued buybacks and a supportive renewable-fuels policy environment add further per-share growth. That points to a value of roughly $247 per share. An important accounting judgment: Valero's reported cash flow already reflects heavy, recurring spending on refinery turnarounds and maintenance; we treated essentially all of that spending, plus a share of ordinary capital spending sized to keep pace with any revenue growth, as a required cost of staying in business rather than discretionary growth investment. We also did not separately strip out the portion of Diamond Green Diesel's cash flow that belongs to its outside partner, since that amount has been a small share of the total in most years; this is a simplification worth flagging. Based on this work, the margin-of-safety price sits meaningfully below our base-case estimate, with a margin of roughly one-third, reflecting the real cyclicality in this business.
