Business condition attached to the margin of safety Two more quarters confirming the first-half-2026 recovery (continued net income/cash-flow improvement and revenue growth), with evidence that the DirectScan/CV equipment now under construction is being placed into service and generating revenue.
PDF Solutions provides software and hardware systems that semiconductor manufacturers, equipment makers, and outsourced test/assembly providers use to improve chip yield and quality - primarily through its cloud-based Exensio analytics platform and its DirectScan and CV measurement systems installed at customer sites. In March 2025 the company acquired SecureWise, a secure data-exchange business, for $130 million, funded with cash plus new bank borrowings, extending its network into equipment data and outsourced semiconductor testing. Revenue has grown steadily, from $111 million in 2021 to $219 million in 2025, and a rising share of it is recurring - 94% of 2025 revenue, up from 87% in 2023 - reflecting a shift toward subscription-based analytics. At the same time, the company has been investing heavily in new DirectScan and CV measurement systems that are built and then placed at customer sites over time: roughly $58 million of this equipment was still under construction and not yet earning revenue at the end of 2025, up from $41 million a year earlier. We treat that construction spending as growth investment rather than a cost of maintaining the existing business, and size ongoing maintenance investment at roughly the depreciation of equipment already placed in service (about $4 million a year). On that basis, owner earnings - cash profit after real, ongoing capital needs - ran at roughly $0.04 to $0.29 per share over 2022-2025, with a median of about $0.22 per share, which is our starting point for value. 2025 itself was a transition year: net income was roughly break-even, weighed down by acquisition and integration costs and a partial year of interest on the roughly $68 million of new debt taken on to fund the SecureWise purchase. The first half of 2026 already looks meaningfully better - net income swung from a loss to roughly $9 million, on revenue up about 22% year-over-year - which is the basis for assuming a recovery in our base case rather than a continuation of the 2025 dip. In our base case, owner earnings recover over the next two to three years to around $0.30 per share and then grow at a mid-single-digit pace as the equipment under construction is placed into service and the SecureWise integration matures, leveling off after about ten years once that visible growth has played out. That points to a value of roughly $6 per share. In our bear case, a subscription agreement with a long-standing partner, Advantest, that had been worth $8.8-13 million a year expired in July 2025 and was not renewed at a similar scale; the new equipment under construction takes longer than expected to convert into paying customer deployments; and the roughly $68 million of floating-rate debt, due in a lump sum in 2030, continues to weigh on results. This isn't a hypothetical: the company wrote off $3.2 million of an earlier generation of this same type of equipment in 2021 when customer demand for it didn't materialize, so a slower or partial payoff from the current build-out is a real, evidenced risk. Under that path, owner earnings stay around $0.15-0.20 per share for years, and we estimate the shares would be worth around $2.60. In our bull case, the equipment build-out converts to revenue on the same cadence the company has shown historically, the SecureWise network cross-sells successfully into PDF Solutions' existing customer base, and debt gets paid down ahead of schedule from the resulting cash flow. Owner earnings would then compound toward roughly $0.50-0.60 per share by year ten, worth around $9 per share. About 15% of 2025 revenue came from customers in China and 18% from Japan, alongside 48% from the United States; the China exposure is worth noting given ongoing U.S.-China trade tensions in semiconductors, though it is a minority of sales. Given the added leverage, the acquisition still being integrated, and the real (if not certain) chance that the new equipment doesn't pay off as quickly as hoped, the margin-of-safety price carries a significant cushion, at around $3.25 per share; a higher margin-of-safety price would need the 2026 recovery to hold up for a couple more quarters.

OE = CFO - working-capital movement - SBC - maintenance capex, cross-checked against NI + non-cash addbacks (excl SBC) - maintenance capex (both give an identical result by construction once all cash-flow-statement line items are captured). CFO=$24,053K; working-capital effect (sum of all 'changes in operating assets and liabilities' lines as filed)=$(15,599)K; SBC=$25,925K. Non-cash addbacks excl SBC: D&A=$4,085K, amort. of acquired intangibles=$7,255K, amort. of contract-cost asset=$3,155K, accretion of discount=$(279)K, gain on recovered equipment=$(641)K, deferred tax=$895K, other=$(103)K => total $14,367K; NI=$(640)K; NI+non-cash=$13,727K. JUDGMENT CALL: the prescribed capex-ratio x revenue-growth formula for maintenance capex would classify nearly all of the sharp rise in capex ($17,155K to $32,631K) as 'maintenance' because revenue grew far more slowly than capex in dollar terms; but Note 3 of this 10-K explicitly states that 'property and equipment in progress' (DirectScan system assets $49,184K and CV system assets $8,621K at 12/31/25, up from $34,935K and $6,431K a year earlier) 'have not yet been placed in service' and are separate from 'test equipment... at customer sites that are contributing to revenue' - i.e., this capex is demonstrably growth investment in future capacity, not upkeep of the current business. I therefore used depreciation & amortization on the existing placed-in-service asset base ($4,085K) as the maintenance-capex proxy, consistent with FY2021-2024, and treated the remaining $28,546K of cash capex as growth capex. OE=$13,727K-$4,085K=$9,642K; diluted shares=39,317K; OE/sh=$0.25. This is the same $9,642K whether reached via the CFO route or the NI route, confirming the reconciliation. Note: FY2025 also includes the $130M debt-and-cash-funded acquisition of SecureWise LLC (closed March 7, 2025), which added intangible amortization, interest expense (~$3.7M cash paid in 2025) and integration costs weighing on this year's result.
