OSI Systems designs and makes security and inspection equipment (X-ray and CT scanners for airports, borders, prisons and cargo, sold mainly to governments worldwide), optoelectronic components used in aerospace, defense and medical devices, and patient monitoring systems for hospitals. Security is by far the largest and fastest-growing piece of the business, now roughly 70% of revenue, with the optoelectronics business a stable niche supplier and the healthcare monitoring business a smaller, slowly shrinking segment facing larger competitors. We build our estimate of value from owner earnings - cash the business throws off after the reinvestment needed just to stay the same size, stripped of the swings caused by the timing of when large government contracts get billed and paid. That last point matters here: in fiscal 2024 the company recognized a large amount of revenue on security contracts ahead of being able to bill for it (an increase of about $252 million in unbilled amounts tied to contract milestones), which made that year's operating cash flow negative even though profits were solid; by fiscal 2026 those balances had been substantially collected, and cash flow rebounded sharply. We treat this as a temporary financing/timing swing rather than a change in the underlying business, consistent with the fact that revenue and profit kept growing through the whole episode. Using the median of the last five fiscal years, adjusted this way, we anchor current owner earnings at roughly $8.60 per share - the last five years capture the business as it exists today, after several years of meaningful margin improvement in the security segment; we did not go back further because the earlier, lower-margin years describe a smaller, different-margin business. Our base case assumes the security business keeps growing revenue and earnings in the mid-single digits over the next decade, roughly tracking the pace of its most recent fiscal year, supported by ongoing government spending on airport, border and cargo screening technology, offset by a slowly declining healthcare monitoring business. Beyond ten years, we assume the company keeps earning a level close to what it earns by year ten, with only slight further growth, reflecting that its equipment has a finite service life and is bought again on a recurring replacement cycle funded by the reinvestment already built into our owner earnings figure - this is not a guess at permanent high growth, and more than half of our estimated value depends on this long-run assumption holding up, which we flag plainly. On these assumptions we estimate the business is worth about $216 per share today. Our bear case assumes the company loses ground on a major contract recompete or two to a competitor, that government budget delays slow new contract awards, and that the healthcare segment's decline continues without stabilizing - combined with a recently much larger debt load (the company issued roughly $925 million of convertible notes in 2024 and late 2025), which would bite harder if margins came under pressure. In this scenario we estimate the business would still be worth about $147 per share, reflecting genuine but not severe downside - this is a business with real revenue visibility from multi-year government contracts, not a speculative one. Our bull case assumes continued strong bookings in aviation and border security screening, further margin improvement as the installed equipment base drives more high-margin service revenue, and steady growth in the optoelectronics business from aerospace and defense demand. That scenario is worth roughly $295 per share. Weighing the downside against the base case, the margin-of-safety price is around $174, which builds in a meaningful cushion below our base-case estimate given the business's exposure to government contract cycles and its newly higher debt load, while recognizing its underlying revenue visibility and essential-infrastructure nature. One item we could not fully reconcile from the filings: modest year-to-year gaps (generally under 2.5% of revenue) between cash flow reported and cash flow rebuilt from net income and disclosed line items, most likely reflecting foreign-currency translation effects on working capital in this multinational business; we do not believe this materially affects the estimate.
