Business condition attached to the margin of safety Owner earnings loss (operating cash flow less stock compensation and capex) has narrowed to under roughly $8 million a year for at least two consecutive quarters, with the MidCap loan liquidity tests met without a dilutive equity raise.
NeuroPace makes the RNS System, an implanted brain-stimulation device that detects and interrupts seizures in patients whose epilepsy is not controlled by drugs. It sells mainly to specialized epilepsy centers in the United States. Revenue rose 25% in 2025 to $100.0 million, and gross margin rose from 73.9% to 77.2%. But the company still loses money: operating expenses were $93.6 million, and the company reported a $21.5 million net loss and used $11.0 million of operating cash in 2025. It also pays about $7.5 million a year of interest on its MidCap loan. How we measure it. We start from operating cash flow, remove swings in working capital, and then deduct stock compensation as a real cost ($11.1 million in 2025) and the maintenance part of capital spending (about $0.2 million). On that basis the company's owner earnings were negative every year we could compute: about -$1.83 per share in 2021, -$1.75 in 2022, -$1.09 in 2023, -$0.85 in 2024 and -$0.62 in 2025. The loss per share has narrowed each year for four years, although some of that reflects a growing share count (16.6 million diluted shares in 2021 versus 32.7 million in 2025). Stock compensation is roughly as large as the cash burn, so treating it as a cost matters here. What changed in 2026. In 2025 the company let its distribution agreement for DIXI Medical's brain-monitoring products lapse (about 16% of 2025 revenue); it ended on September 30, 2025 and the wind-down ended December 31, 2025. First-half 2026 revenue was still $44.8 million versus $37.8 million a year earlier, and the first-half net loss narrowed to $12.9 million from $15.2 million. Cash used in operations was about the same as a year earlier ($9.8 million versus $9.6 million), and stock compensation was lower. So the improvement is continuing but more slowly than the $4.5 million a year we saw in 2025. Growth-path check: the actual owner-earnings improvement in 2025 was about $4.5 million in total; our base case assumes $3.5 million in year one, below that rate, because of the DIXI exit and the slower first-half 2026 pace. We do not add the company's cash ($61.1 million at year-end 2025) to the value, and we do not subtract its debt; that cash is what pays for the losses, and the interest is already in the cash flows. Base case (about $1.50 per share). Losses shrink by $3.5 million a year, as they have been shrinking over the last three years as gross profit grows faster than expenses, for eight years. The company would reach break-even owner earnings around year six and about $7.9 million a year by year eight. We then hold that level flat for as long as the device business continues; we credit no further growth, no new indications, and no expansion outside the United States, because none of those has happened yet. Early losses are subtracted, which is why the value is modest relative to the $100 million revenue base. Bear case (about -$1.48 per share). The improvement stalls. Owner earnings losses run about $20 million, $18 million and $16 million over the next three years, and nothing we can name and evidence produces earnings after that, so the later value is zero. The MidCap loan requires at least $60.0 million of liquidity until June 30, 2027 (or, failing that, minimum trailing RNS revenue that starts at $69.2 million and rises to $87.3 million by March 2030; RNS revenue was $81.7 million over 2025), and the company held $61.1 million at year-end 2025. A shortfall could force the lender to call the debt or force a dilutive share sale. A negative value here means the losses in this case are larger than the earnings power that follows; it is offset in practice by the cash the company holds, which we do not count. Bull case (about $6.52 per share). Losses shrink by $5 million a year (slightly above the 2025 improvement), reaching break-even in year four and about $19.9 million a year by year eight, held flat thereafter. This is what happens if the RNS System keeps growing its unit volume with operating expenses rising far more slowly than gross profit. What we left out. We did not credit any margin expansion beyond the stated dollar improvement, any label expansion, or international sales; none is secured. We did not include future share issuance beyond what is already in the share count, which is a real risk to per-share values because the share count has risen about 12% in the latest year. What would make this wrong. Upside: if the RNS System keeps growing well above the 17% to 19% pace seen in the first half of 2026 while expenses stay flat, losses could disappear sooner than the base case. Downside: if the loan liquidity tests are missed, or the company must raise equity at a low price, per-share value falls sharply. The margin-of-safety price applies only once losses have clearly narrowed further and the loan tests look comfortably met. Reconciliation note: our cash-flow rebuild uses the tagged working-capital lines; deferred revenue was not tagged in 2021 and some smaller non-cash items were not separately verified.
