Business condition attached to the margin of safety Netlist's Q3 2026 quarterly report confirms it has received Samsung's upfront payment, with at least about $130 million left after Korean withholding tax and contingent fees to its patent lawyers, and the first quarterly Samsung fee comes in at 70% or more of the $32.9 million cap.
Netlist is a small memory company based in Irvine, California, and it has two very different parts. The first is a memory-module business. It designs some server memory modules of its own, but mostly it resells DRAM and NAND made by the large Korean chipmakers. About nine-tenths of its 2025 product sales ($171 million of $189 million) went to customers in China, Hong Kong and Taiwan. That business has usually earned thin gross margins, typically 2-8%, and it lost money even before legal costs. The second part is a patent portfolio covering server memory modules (DIMMs) and high-bandwidth memory (HBM). Netlist has spent more than a decade enforcing it against Samsung, Micron and Google. From 2016 to 2025 owner earnings were negative every year except 2021, when SK hynix paid for a license. Annual losses ran from $6 million to $59 million, funded mostly by issuing shares. The diluted share count rose from about 54 million in 2016 to about 370 million today. What changed: On July 31, 2026 Netlist signed a five-year settlement and cross-license with Samsung. Samsung pays a $239 million upfront fee, about $200 million after Korean withholding tax. It also pays up to 20 quarterly fees of $32.9 million each (about $27.5 million after withholding) through mid-2031, set by a formula tied to Samsung's memory revenue. In addition, Samsung agreed to supply Netlist with up to $300 million a year of DRAM and NAND, and it bought 10 million Netlist shares. In exchange, Netlist dropped the two Samsung jury verdicts ($303 million in 2023 and $118 million in 2024) and every pending case, including its ITC complaint. That contract, not the past record, is the core of the value today. The 2016-2025 history describes a reseller funding patent litigation by selling stock, so we do not use its average as the starting point. Accounting judgements that matter: (1) Netlist's patent lawyers work partly on contingency and receive a scaled percentage of any settlement. The filings do not disclose that percentage. We assume about 25% of the gross Samsung payments in the base case, 20% in the bull case and 30% in the bear case. This assumption alone moves the value by roughly $0.15 per share, and the filings do not yet allow us to check it. (2) We use the after-withholding amounts. Netlist has about $300 million of federal tax loss carryforwards, which should shelter most of the license income from U.S. tax for several years. (3) We do not add the $31 million of cash on the June 2026 balance sheet. The Samsung upfront fee, paid after that date, is counted as cash received today. (4) We use about 381 million diluted shares, which includes Samsung's new shares. Outside Samsung, the patent position has weakened. On September 2, 2026 the Federal Circuit upheld Patent Office rulings that the '339, '918, '054, '060 and '160 patents are invalid, after doing the same for the '506 patent in December 2025. Those patents supported the 2023 Samsung verdict. The $445 million May 2024 jury verdict against Micron rests on the '912 and '417 patents, and the Patent Office has found both unpatentable as well. Those appeals were argued on September 9, 2026 and are still pending. On the other side, the Federal Circuit upheld the '608 patent (December 2025) and the '314 patent (February 2026), and Netlist is asserting newer DDR5 and HBM patents ('087, '366, '731) against Micron. Micron has also sued Netlist in Idaho state court under Idaho's law against bad-faith patent assertion, with a trial set for December 7, 2026. Base case (about $0.78 per share): Samsung's quarterly fees average about 85% of the cap. Memory revenue is at record levels now, but the formula depends on revenue and memory is cyclical. After withholding and the lawyers' share, that is roughly $16 million a quarter for 20 quarters, and the upfront fee nets about $140 million. In the first half of 2026 the product business earned about $36 million before legal costs, because memory prices spiked and gross margin reached 21%, compared with 6% in 2025. We assume it contributes about $15 million for the rest of 2026 and again in 2027. After that it returns to its long-run pattern of small losses, about $5 million a year, through year ten. Legal spending runs $25 million a year through 2028 while the Micron and Google cases continue, then $15 million a year through 2031 and $8 million after that. We assume no payment from Micron, because its verdict depends on patents the Patent Office has already ruled invalid. We also assume no Samsung renewal after 2031. The case ends at year ten, because without a new license we can point to nothing that keeps earnings going. Bear case (about $0.06 per share): A memory downturn like 2023 pushes Samsung's revenue-based fees down to about 60% of the cap, and the lawyers take 30%. Once the price spike ends, the product business goes back to losing about $10 million a year; before legal costs it lost $13-19 million a year in 2022-2024. Legal spending stays heavy at $35 million a year through 2030, and Micron wins about $50 million in the Idaho bad-faith cases. More share issuance lifts the count to about 400 million. The license cash barely covers these costs, which leaves shareholders with close to nothing. There is no significant debt, so the risk is running the money down, not owing more than the business is worth. Bull case (about $2.07 per share): Samsung's fees run at the cap and the lawyers take 20%. Using the Samsung supply agreement, the product business rides the memory upcycle through 2028 and breaks even afterward. Around 2028 Netlist signs a license with Micron, backed by the upheld '314 and '608 patents and the Samsung precedent. We assume it is about half Samsung's size: roughly $250 million over five years before contingent fees. In 2031 Samsung renews at a lower rate, because the DDR5 and HBM patents run well into the 2030s and Netlist has now made Samsung pay twice (2015 and 2026). What could make this wrong: the undisclosed formula behind Samsung's quarterly fee; the lawyers' contingency percentage; a reversal on the '912 and '417 patents, which would sharply raise value through the Micron verdict; an adverse Idaho judgment; and export controls or tariffs on sales into China, Hong Kong and Taiwan, which make up about 90% of product revenue. The 2026 product profits are cyclical, and we do not treat them as permanent. Almost all the value comes from one five-year contract with an undisclosed payment formula, and the company has a long record of losses and dilution. For those reasons the margin-of-safety price is set with a wide margin, roughly half of base value, and assumes the next quarterly report confirms the net cash actually received.
