MERCURY SYSTEMS INC (MRCY) stock intrinsic value fair value estimate & owner earnings analysis

Margin of safety$8.36 Updated
$4.37 $26.89
bear $4.37 base $16.72 bull $26.89 margin of safety $8.36 market price* $74.27
Business condition attached to the margin of safety Two or more consecutive quarters of stable-to-improving gross margin with no new inventory write-downs or contract-loss reserves, confirming the fiscal 2025-2026 recovery is durable rather than a temporary reprieve.
Mercury Systems designs and manufactures the specialized processing, radar, electronic-warfare and mission-computing hardware that goes inside sensors and weapons systems built by prime defense contractors, with Lockheed Martin, Northrop Grumman, L3Harris and the U.S. Navy each representing roughly 10-12% of revenue. The company grew rapidly through acquisitions from 2017 through 2021, nearly quadrupling revenue to almost $1 billion, but that growth outran its ability to execute: starting in fiscal 2022, cost overruns on fixed-price development contracts, component shortages and a build-up of excess and obsolete inventory caused cash flow to swing sharply negative and produced large losses in fiscal 2023 and 2024. Since a change in leadership, the company has worked through that backlog of problems, and cash generation and receivables collection have both improved markedly in fiscal 2025 and 2026. We estimate the company's true annual cash earning power from operating cash flow, after removing swings caused by working-capital timing and stripping out stock-based compensation and the portion of capital spending used only to fund growth. Because Mercury's owner earnings have been extremely volatile over the past decade - from over $1.60 per share in the boom years of fiscal 2020-2021 to a loss of more than $1.30 per share in fiscal 2024's trough, before recovering to about $0.50 per share in fiscal 2025 and 2026 - we anchor our valuation on the median of the last seven fiscal years (2020 through 2026), a window spanning the acquisition-driven peak, the operational crisis, and the recovery. That median is about $0.53 per share, in line with the two most recently completed years. The company's order backlog reached about $1.9 billion as of July 2026, up more than a third from a year earlier - an encouraging, specific data point. However, the company's own filings caution that converting this backlog into revenue depends on scaling manufacturing, improving quality and on-time delivery, and securing components from suppliers - the same operational challenges behind the last downturn. We therefore assume year-one earnings growth only modestly above the growth actually achieved in fiscal 2026 (about 8%), rather than assuming clean backlog conversion, decelerating toward a mature mid-single-digit rate by year ten. Beyond the ten-year forecast, we treat Mercury as a business whose earning assets substantially renew themselves: its research and development spending, already charged against owner earnings, continues to win new design slots on radar, electronic-warfare and signal-processing programs with multi-decade lifecycles. We use a modest perpetuity (about 1% annual growth) for the years beyond the forecast rather than assuming the business winds down. That said, this long-run value still makes up roughly two-thirds of our total estimate, so a meaningful share of what we believe the shares are worth rests on the company sustaining a durable, if modest, level of profitability far into the future. Our base case assumes the recent recovery continues at a measured pace, without repeating the 2022-2024 execution problems or returning to the unusually high margins of the 2020-2021 boom, and values the shares at roughly $16.70. Our bear case - the kind of outcome we think has roughly a one-in-ten chance of being this bad or worse - assumes execution problems recur: further inventory write-downs, cost overruns on newer fixed-price programs, and margins that stay near breakeven for several years before stabilizing modestly; this is a business-quality risk rather than a balance-sheet one, since Mercury carries essentially no funded debt and held over $200 million of cash as of mid-2026. On these assumptions the shares are worth about $4.40. Our bull case - roughly a one-in-ten chance of being at least this good - assumes the company converts its backlog cleanly and margins recover toward the levels last seen in fiscal 2020-2021, valuing the shares at about $26.90. Given how wide that range is - reflecting genuine, demonstrated uncertainty about whether this company can execute without repeating past mistakes, not a lack of research - the margin-of-safety price is set at a substantial discount to our base-case estimate, at roughly $8.35 per share. That price also assumes the recent recovery holds up for a couple more quarters before the turnaround is treated as durable. One accounting note: owner earnings already add back Mercury's non-cash intangible amortization and deferred-tax items from its acquisition history; we reflected the related wasting-asset effect through more conservative near-term growth and margin assumptions rather than by adjusting the earnings level itself. Operating cash flow reconciled exactly to net income, depreciation and amortization, stock-based compensation and working-capital changes in every year's filed cash-flow statement we checked, giving confidence in the underlying figures.
