Business condition attached to the margin of safety Owner earnings of at least $400,000 in each of two consecutive fiscal years after the March 2027 rent increase takes full effect (i.e., fiscal 2028 or later), with total debt not higher than the roughly $2.6 million carried at March 31, 2026.
Luvu Brands makes and sells foam-based consumer products from a leased 140,000 square foot factory and warehouse in Atlanta, Georgia. Its brands are Liberator (sexual wellness furniture, pillows and props), Jaxx (daybeds, bean bags and seating made from repurposed polyurethane foam trim) and Avana (yoga, sleep-comfort and inclined-bed products). It sells two ways: direct to consumers through its own websites ($8.2 million in the year to June 2025, up 16%) and wholesale to stocking resellers, drop-ship accounts, distributors and contract-manufacturing customers ($16.5 million, down $1.0 million). Amazon accounted for 34% of sales in fiscal 2025 and 36% in fiscal 2024. Total revenue was $24.7 million in fiscal 2025, level with the prior year, and down from a peak of $29.2 million in fiscal 2023. What the business earns. We measure the cash the business produces for its owners: operating cash flow, with working-capital swings removed, less stock compensation and the capital spending needed to keep the plant running. One judgement matters here. Luvu buys much of its production equipment with equipment loans rather than cash (about $1.0 million in fiscal 2021 alone). We count that equipment as capital spending even though no cash left in the year of purchase, because the loan payments are just deferred payment for machinery. On that basis owner earnings over the last ten fiscal years ranged from a loss of $502,000 (fiscal 2016) to a profit of $1.14 million (fiscal 2023), and were slightly negative in each of the last two years (-$75,000 in fiscal 2024 and -$43,000 in fiscal 2025). This is a thin-margin business: gross margin is about 26%, and interest on roughly $2.6 million of debt, including unsecured notes at 13.5% to 18%, cost $368,000 in cash in fiscal 2025. Because the pandemic brought a sharp boom and bust in demand, we use the full ten-year record as the starting point. The median is about $185,000 a year, or roughly a quarter of a cent per share. The first nine months of fiscal 2026 support that level: operating cash flow before working-capital changes was $316,000 against $230,000 a year earlier, and operating income was $395,000 against $167,000. But the improvement came entirely in the March 2026 quarter, when revenue rose 12%. First-half operating income was unchanged from the year before. So we do not raise the starting level on one quarter. The rent step-up. In November 2025 Luvu signed a new 56-month lease on its facility. Monthly rent was about $58,000 at signing and rises to $61,605 by February 2027. From March 1, 2027 it jumps to $83,250 a month and then rises 3.5% a year, with four months of rent abatement worth $333,000. Annual cash rent therefore rises from roughly $0.7 million to roughly $1.0 million. That extra $0.3 million is larger than the business's median annual owner earnings, and it is a signed contract. The $764,000 tax charge in the first nine months of fiscal 2026 is a non-cash deferred-tax entry tied to this lease. The company paid no cash income tax in fiscal 2024, fiscal 2025 or the first nine months of fiscal 2026. Base case (about 1 cent per share). Owner earnings hold at about $185,000 in fiscal 2027. The higher rent then pushes them to about -$75,000 in fiscal 2028. Continued growth in the direct-to-consumer websites recovers part of that: after allowing for the cost inflation that has historically absorbed revenue growth, we credit about $40,000 more each year. That returns owner earnings to breakeven by fiscal 2031 and to about $150,000 by fiscal 2036. The case then holds $150,000 for ten more years and assigns nothing beyond that. We found no durable competitive advantage to carry value further: the company itself cites low-priced Chinese products sold on Amazon as one reason its wholesale sales fell. Discounted at 6%, this is worth about $1.0 million, or about 1.3 cents per share. Bear case (about -2 cents per share). Owner earnings stay at the recent two-year average of about -$60,000. The rent increase hits in full. Wholesale keeps losing ground to low-priced competition on Amazon, costing another $1.0 million of sales over two years. Owner earnings become losses of $435,000 to $531,000 a year in fiscal 2028-2030, funded with more borrowing on an asset-based credit line capped at $1.2 million, and the story ends when the lease expires in 2030. The present value is about -$1.3 million. In this case the business would consume more cash than it ever returns to shareholders, so the shares would be worth less than nothing. Bull case (about 13 cents per share). The March 2026 quarter proves to be the start of a trend. Owner earnings reach about $450,000 in fiscal 2027. Direct-to-consumer sales keep growing at their fiscal 2025 pace of roughly $1.0 million a year for five years, and each dollar of that growth contributes about 19 cents, the direct segment's margin before overhead. That absorbs the rent increase and lifts owner earnings to about $1.0 million, close to the fiscal 2023 peak of $1.14 million, held for roughly twenty years in total. The present value is about $9.8 million. What the shares appear to be worth. The central estimate is about 1 cent per share, within a range of roughly -2 cents to 13 cents. At present the business does not reliably earn enough, after interest and the new rent, to support more than a small fraction of a cent per share per year. A margin-of-safety price applies only if it shows it can earn meaningfully more under the higher rent. If it produces at least $400,000 of owner earnings a year for two consecutive fiscal years after the rent increase, without adding debt, twenty years of that level would be worth about 6 cents per share. After a large margin of safety for a very small, indebted company, the margin-of-safety price in that situation is about 2 cents. Other points. Capital spending was only $41,000 in fiscal 2025 against $428,000 of depreciation and amortization, and the company expects less than $100,000 in fiscal 2026. Recent owner earnings are therefore flattered by deferred equipment spending, which is one reason we rely on the ten-year record. The company has open tax notices from the IRS (about $125,000, of which it has accrued $38,000) and the Georgia Department of Revenue (about $104,000, of which it has accrued $6,000). It expects past losses and tax credits to absorb most of these; neither was resolved as of October 2025. Import tariffs on raw materials, some now sourced from China and India, are a disclosed cost pressure. Substantially all revenue is earned in North America. Results for the full year to June 2026 were not yet available for this analysis.
