Business condition attached to the margin of safety At least two consecutive quarters of gross margin back in the 35-38% range (versus 33% in FY2025) and positive owner earnings after backing out working-capital timing, share-based pay, and maintenance capital spending.
Koil Energy Solutions designs, manufactures, and services subsea equipment, and provides engineering and installation support, for offshore oil and gas developments and, increasingly, offshore wind projects, from its base in Houston, Texas. In February 2025 the company opened a new manufacturing and engineering facility in Macae, Brazil, a hub for that country's large deepwater market, marking a real step toward diversifying beyond its historically Gulf of Mexico-centered customer base. This is a very small, thinly traded company, and its financial history over the past decade reads as a marginal, cyclical subcontractor rather than a steadily profitable one. Revenue has swung between roughly $13 million and $25 million a year depending on the offshore capital-spending cycle. Looking through the accounting to the cash the business actually generates - after removing swings caused by the timing of customer billings and unbilled project costs, the cost of stock-based pay to employees, and the spending needed just to keep the business running - owner earnings have run close to break-even, and slightly negative on average, over 2019-2025, swinging from meaningfully positive in strong years (2021, 2024) to sharply negative in weak ones (2020, 2022, 2025). 2025 illustrates the pattern: revenue reached a decade high of $24.1 million, but gross margin fell to 33% from 38% the year before. Management attributed this to having more people on staff than the work in hand required during the first half of the year, plus one-time costs from opening the Brazil office, a reserve taken against a customer receivable, and higher legal costs tied to patents and contracts. The first half of 2026 has since shown real improvement - revenue up sharply year over year and net income solidly positive for two consecutive quarters - though the company is still consuming cash to fund the working capital that a fast-growing project business requires, so we treat this as encouraging but not yet proof the improvement is durable; margin has in fact bounced between roughly 32% and 38% over the last four years for a different reason each year, so some volatility here looks structural to this kind of project business, not a one-time event. Two customers made up 39% of 2025 revenue (down from a combined 74% the year before), which is typical of a small subcontractor but means the loss of either one could hit results hard. The company carries essentially no long-term debt, funding short-term working capital instead through a receivables-factoring line, and holds a substantial federal tax-loss carryforward (about $24.7 million) that should shelter a good deal of future profit from cash taxes. Because this is a small, cyclical, thinly capitalized business with a mixed profitability record, we see a wide range of reasonable outcomes. In the weaker case, the 2025 margin pressure persists, another downturn in offshore capital spending repeats the pattern seen in 2020 and 2022, and the business continues to run at roughly break-even to slightly cash-negative on a normalized basis - which today would leave the shares worth close to nothing, and arguably worth a bit less than nothing once continued modest losses and ongoing share issuance to employees are considered. In our central case, the margin pressure proves temporary as management described, the Brazil expansion and continued offshore wind and oil & gas installation work provide real, modest growth, and the business settles into sustainably positive, if modest, owner earnings - supporting a value in the neighborhood of $0.70 per share. In the stronger case, the Brazil facility captures a meaningful share of that country's deepwater market, margins recover fully to the 38% already achieved as recently as 2024, and growth continues at a healthy pace - which we estimate could support something in the area of $1.75 per share. Given how much of the value in the central and stronger cases depends on management's own explanation for 2025 actually proving out, rather than being confirmed yet by results, the margin-of-safety price carries a substantial discount to our central estimate, in the area of $0.25 per share, and confidence in the central case depends on the margin recovery being confirmed over more than a single good quarter.
