Illumina makes DNA sequencing instruments and the consumable reagent kits that run on them - a razor-and-blades model in which an installed base of sequencers generates years of recurring, high-margin reagent sales. In June 2024, Illumina completed the spin-off of GRAIL, the early cancer-detection company it had acquired in 2021 and then was forced to unwind after a multi-year antitrust fight with U.S. and European regulators. GRAIL lost money throughout the roughly three years it was consolidated into Illumina's results, and separating it required writing off a large portion of the original purchase price. That history shows up in Illumina's reported net losses from 2022 through 2024, but those losses describe a combined entity that no longer exists. This valuation is built from fiscal 2025, the first full year of results with GRAIL gone, rather than from the distorted 2021-2024 figures. On that basis, Illumina generated owner earnings - cash the business produces after the reinvestment needed to keep running and after the cost of employee stock compensation - of just over $5 per diluted share in 2025. Two developments matter for the outlook. In February 2025, Chinese regulators placed Illumina on a list of 'unreliable entities,' and revenue from Greater China (mainland China, Hong Kong and Taiwan) fell by $65 million in 2025 as a result, out of a region that has generated roughly $300 million a year. We don't know whether this pressure eases or worsens, so our more cautious case assumes it keeps eroding and never resolves. Separately, reduced U.S. government funding for the National Institutes of Health has weighed on the academic and research customers who buy a large share of Illumina's instruments and reagents; how long that lasts is also uncertain and is carried into the cautious case. Working the other way, customers are in the middle of upgrading to Illumina's newer NovaSeq X sequencing platform, which drove roughly 7% revenue growth in the first half of 2026 versus a year earlier - the clearest evidence yet that the business, without GRAIL's drag, is growing again. Our optimistic case extends that trend. Bear case (~$85/share): Chinese regulatory pressure keeps eroding that region's revenue, NIH-funding softness persists for years, and margins stay under mild pressure from tariffs and competition, leaving owner earnings roughly flat to slightly lower before stabilizing. We still credit the installed base of sequencers and its recurring reagent revenue with continuing indefinitely at that lower level, because that economics is a long-demonstrated feature of the business, not a hopeful assumption. Base case (~$153/share): Growth normalizes to the mid-single digits over the next several years, in line with what the NovaSeq X transition has already shown, before settling into low-single-digit growth for the long run - consistent with genomics testing volumes that have grown steadily for two decades as sequencing costs keep falling. Bull case (~$223/share): The NovaSeq X upgrade cycle continues at its current pace for several more years and reagent usage per instrument keeps climbing, while the China and NIH pressures stop getting worse (we do not assume they reverse, since nothing yet in the filings supports that). One more thing is worth flagging plainly: Illumina's own record with large acquisitions is a caution, given the roughly $8 billion GRAIL deal ultimately required billions of dollars in write-offs. We have not built a specific dollar penalty into these numbers for a repeat of that pattern, since we can't yet name a specific transaction to price, but it is a real consideration in weighing management's future capital allocation. Given the gap between the cautious and central cases, and the unresolved regulatory situation in China, the margin-of-safety price carries a meaningful discount to intrinsic value. It sits in the mid-$70s per share, below the value in the harsher, China/NIH-driven case, with the base and bull cases implying considerably higher values.

OE = CFO - working-capital movement - SBC - maintenance capex, computed for FY2025 (Dec 29, 2024-Dec 28, 2025), the first full fiscal year after the GRAIL spin-off completed in June 2024. FY2021-FY2024 consolidated GRAIL (a large loss-making entity carried at controlling ownership through goodwill/IPR&D impairments of $3,914M/2022, $827M/2023, $1,889M/2024) and are not representative of the current business, so no anchor years are drawn from them; a Core Illumina segment cross-check (operating income normalized for one-time legal items: ~$1,100M/2022, ~$572M/2023, ~$1,017M/2024) shows FY2025 results are broadly consistent with, not an outlier versus, the recent Core Illumina run-rate. CFO=$1,079M. Reconciling items from the cash-flow statement: net income $850M; depreciation $203M + intangible amortization $67M = $270M; SBC $275M; deferred taxes $119M; net gains on strategic investments $(328)M; change in FV of contingent consideration $(18)M; goodwill/intangible impairment $23M; PP&E/ROU impairment $4M; non-cash charitable contribution $19M; other $18M; working-capital movement (AR $(108)M, inventory $(17)M, prepaid $(8)M, operating lease ROU/liability $(34)M, other assets $(21)M, AP $2M, accrued liabilities $0M, other long-term liabilities $33M) = $(153)M net use of cash. Revenue declined slightly YoY ($4,343M vs $4,372M), so per the growth-capex rule growth capex=$0 and maintenance capex = full capex = $148M. OE = 1,079 - (-153) - 275 - 148 = $809M. Diluted shares = 156M. OE/share = 809/156 = $5.19. Reconciliation check: net income + all non-cash adjustments = 850+382=1,232, which equals CFO(1,079) - WC(-153) = 1,232, a 0% gap - internally consistent, no mis-signed items found.
