Hercules Capital is the largest specialist lender to venture-backed and growth-stage companies in the United States. It is organised as a business development company: it borrows and raises equity, makes senior secured term loans (89% first-lien at year-end 2025) to companies such as software businesses and clinical-stage drug developers, earns a floating interest rate plus upfront and exit fees, often takes small warrant positions, and pays out essentially all of its income as dividends. At year-end 2025 it held $4.47 billion of investments at fair value: application software 24%, drug discovery and development 23%, healthcare services 19%, system software 11%, consumer and business services 10%. About 90% of the portfolio is in US companies. Unlike most peers it is internally managed, and a subsidiary also earns fees managing private funds that co-invest alongside it. How we measured earnings. Because a lender's loans flow through its operating cash flow, reported operating cash flow swings from +$68 million (2023) to -$426 million (2025) purely because the loan book grew. We treat the net growth of the loan book as investment, like a manufacturer building a new plant, and exclude it; we charge the cost of keeping the book whole - money actually lost on loans and investments that were written off or sold at a loss - against earnings. Stock compensation is already deducted as an expense. That leaves net investment income plus net realized gains or losses. One judgement matters: about $56 million of 2025 interest was paid in kind (added to the loan balance rather than paid in cash) and $33 million was exit fees accrued over the loan's life. We count these as earned because they are collected when loans are repaid, and any that are not collected show up as realized losses. The ten-year record supports this: book value per share rose from $9.94 to $12.13 between 2015 and 2025 even though the company paid out roughly all of its income. On this basis earnings per diluted share were $1.42 (2016), $0.85, $1.08, $1.57, $0.90 (2020), $1.47, $1.48, $2.16 (2023), $1.82 and $1.66 (2025). The 2025 figure gives the 2028 convertible notes their full dilutive effect. The starting level is $1.66 per share, the middle of 2021-2025. That span includes near-zero rates (2021), the rate-hike year (2022) and three high-rate years, plus a year of venture gains and two years of credit losses. Earlier years describe a portfolio less than half today's size. Earnings fell 8.6% in 2025, but the drop came from realized losses concentrated in the first half of 2025, not from weaker income. In the first half of 2026 net investment income rose to $181 million from $166 million and the company booked a small net realized gain instead of a $59 million loss, putting earnings near $0.98 per diluted share for the half-year. So we start flat at $1.66 rather than extending the decline. Falling interest rates matter less than you might expect: the company's own figures show a 2-percentage-point cut in base rates would lower annual earnings by only about $0.07 per share, because most loans carry interest-rate floors. Base case ($26.65): earnings of $1.66 in year one, growing 1% a year for ten years. That growth comes from the company's long record of adding to book value per share by issuing new shares above book value, which added $0.34-$0.45 per share a year from 2022 to 2025. After year ten, earnings stay flat for another twenty years, backed by the company's 20-plus-year record of lending through several credit cycles while holding book value per share between about $10 and $12. At the end, shareholders get back book value, because the loans repay within a few years. Credit losses average about $0.20 per share a year, in line with 2024-2025. Bear case ($18.50): a venture and biotech credit downturn. Realized losses run at $0.45 per share a year for four years - roughly double the 2024-2025 pace and close to 2020's $0.50, the worst of the past decade. A drug-discovery exposure of 23% and a doubling of paid-in-kind interest since 2023 (from 5% to 10.5% of investment income) are the evidence this is where losses would come from. Book value per share falls about 15% to $10.35, so the smaller equity base earns less. Base rates fall 2 points, and older low-cost notes are refinanced at today's higher credit-line rates (credit lines cost 6.1% in 2025 against a 4.4% average cost of debt), costing about $0.10 per share. Losses then settle at $0.25 per share, above the ten-year average. Borrowings of about $2.36 billion against $2.27 billion of equity (June 2026) magnify these losses, which is why this case sits well below the base. Bull case ($30.70): today's income holds (the first half of 2026 already runs near $1.90 per share before losses). Losses revert to the ten-year average of about $0.09 per share. Book value per share keeps compounding at the 2% a year achieved over 2015-2025. The growing fund-management business is not separately valued. All values discount at 6%. They come out well above book value ($12.15 per share at June 2026) because the business has earned roughly 13-14% on its equity after losses, and at a 6% required return a stream like that is worth more than the capital behind it. The margin-of-safety price is $15.00: about 20% below the bear case and 44% below the base case. This is a leveraged lender to young, often unprofitable companies, so the downside deserves a wide cushion. At that price the dividend alone would yield roughly 12%. What would make this estimate wrong: a venture-debt downturn deeper or longer than 2020, with realized losses above $0.50 per share for several years; paid-in-kind interest that proves uncollectible at scale; or a sustained loss of the company's ability to raise equity above book value. The 2023 cash-flow statement could not be rebuilt exactly from the reported lines; a roughly $2 million gap remained, which is immaterial.

Business development company (venture lender): loan originations and repayments run through operating cash flow, so CFO is dominated by portfolio growth. OE = CFO - dWC - SBC - maintenance capex is applied treating net loan-book investment as capex: growth portion (net expansion of the book, funded by new equity/debt) excluded; maintenance portion = replacement of capital lost to net realized losses. SBC is already expensed within net investment income (NII); PIK/exit-fee accretion treated as earned (collected at payoff within principal repayments; uncollected amounts surface as realized losses). This reduces to OE = NII + net realized gain/(loss). FY2016 from ten-year Financial Highlights (Note 10) of FY2025 10-K: NII/sh $1.36 + net realized gain/sh $0.06 = OE/sh $1.42 (per weighted-average share as reported; diluted count not available in structured data for this year; 2020-2022 diluted vs basic difference <1.3%).
