Business condition attached to the margin of safety The outcome of Coty's Consumer Beauty strategic review is known and the fiscal 2027 debt maturity is refinanced without a material increase in borrowing costs.
Coty is a global beauty company built around two segments: Prestige (about two-thirds of sales - licensed fragrance and color-cosmetics brands including Burberry, Hugo Boss, Chloe, Calvin Klein, Marc Jacobs and Gucci, plus owned brands like philosophy) and Consumer Beauty (mass-market brands sold through drug and grocery channels, including CoverGirl, Rimmel, Sally Hansen and Max Factor). The company carries a substantial debt load, a legacy of its 2016 acquisition of Procter & Gamble's beauty brands, and has been through a multi-year turnaround that included divesting its majority stake in the Wella professional hair-color business; Coty sold its remaining stake in Wella this past year for $750 million, which went toward paying down debt. Owner earnings - the cash the business actually generates for shareholders after real reinvestment needs - have been volatile on a year-to-year basis (working-capital swings and one-off items move the number around considerably), but have run at a median of roughly $0.43 per share over the last five fiscal years, which we use as the anchor for this valuation. Two accounting choices matter here: first, non-cash impairment charges (including a $237 million write-down of the Consumer Beauty business and a further $126 million of intangible impairment this past year) are added back to owner earnings, but the economic decay they represent is carried forward in our growth assumptions rather than double-counted against the earnings level. Second, this year's results also absorbed one-off, non-cash losses tied to unwinding Coty's Wella equity stake and an associated hedging contract - a source of earnings noise that is now behind the company following the full sale of that stake. The single most important dated fact shaping our outlook: in July 2026, Coty agreed to hand the well-performing Gucci Beauty fragrance and cosmetics license back to its owner a year early, in exchange for $400 million of cash (received in installments through September 2027). Coty will keep running the Gucci brand through at least June 2027, but our base case builds in a real step-down in revenue and earnings in fiscal 2028 when that license ends, partially offset by new launches already announced - a Swarovski fragrance debuting in 2027 and a new Marc Jacobs Beauty makeup line - and by a cost-savings plan management says it will roll out around the transition. Reported owner earnings actually fell in the fiscal year just completed versus the prior year, largely because a very favorable working-capital swing in the prior year did not repeat; we have not assumed a snap-back to that prior peak, and our near-term growth assumptions start below that peak level given real softness in Consumer Beauty and no clean evidence yet that it has stabilized. Our base case assumes modest growth in most years, a meaningful one-time dip around the Gucci transition in fiscal 2028, and - beyond our ten-year forecast - earnings that roughly hold their level rather than compound higher, reflecting that a large share of Coty's most valuable brands are licensed (an average license runs about 24 years, and several are perpetual, but Gucci's early exit despite strong recent performance is a reminder that renewal is not fully within Coty's control) balanced against a durable core of owned mass-market brands. On that basis we estimate the shares are worth around $7.65 today. Our bear case assumes Consumer Beauty's decline deepens, the Gucci transition proves harder to offset than management expects, and the company's remaining debt (roughly $3.1 billion, with maturities in 2027, 2029 and 2031) becomes more expensive to refinance in a weaker earnings environment - a real risk given this is a leveraged business. That case is worth roughly $4.00 per share. Our bull case assumes Prestige's recent momentum in color cosmetics and fragrance (led by Burberry and Kylie) continues, the Gucci transition is largely offset by new launches and cost savings, and continued debt paydown from the Gucci and Wella cash proceeds lowers the interest burden - worth roughly $10.25 per share. Given the spread between our bear and base cases reflects real, leverage-amplified downside risk, the margin-of-safety price sits meaningfully below our estimate of intrinsic value - around $5.20 per share - and it applies only once two things the company has flagged but not yet resolved are settled: the outcome of its ongoing strategic review of the Consumer Beauty business, and successful refinancing of the 2027 debt maturity without a material increase in borrowing costs. We were not able to independently verify the exact revenue contribution of the Gucci license from the filings; we sized its impact using disclosed segment and brand-concentration data rather than a precise figure, which is a source of uncertainty in the fiscal 2028 step-down we modeled.
