Business condition attached to the margin of safety Full-year 2026 results confirm that the medical-cost-ratio improvement seen in the first half of 2026 has held for the full year (rather than reversing in the second half), and Medicaid rate negotiations with major states for 2027 are settled on terms that match current member acuity.
Centene is one of the largest managed-care organizations in the country, coordinating health coverage for tens of millions of members through state Medicaid programs, Medicare Advantage, and Affordable Care Act Marketplace plans. Its economics turn on one central number: the share of premium revenue paid out in medical claims. Because premiums are typically priced a year or more in advance while medical costs can shift within a year, earnings can swing sharply when actual utilization or member acuity runs ahead of what was priced. 2025 was a hard year for exactly that reason. Two dated developments landed together: the wind-down of pandemic-era continuous Medicaid coverage left Centene with a smaller, sicker Medicaid population whose costs ran ahead of the rates several states had approved, and enhanced ACA Marketplace subsidies were set to expire on December 31, 2025, worsening the mix of the Marketplace risk pool heading into that date. In July 2025, a new federal law (the One Big Beautiful Bill Act) added further Marketplace enrollment and subsidy-verification restrictions effective 2026, Medicaid work-requirement provisions affecting expansion populations largely from 2027, and Medicaid provider-tax and funding changes beginning 2028. Against a much lower stock price and depressed near-term earnings outlook, Centene tested its business units for impairment in the third quarter of 2025 and recorded a $7.3 billion non-cash write-down, mostly in the Medicaid and Marketplace units, plus a smaller write-down at its Magellan Health behavioral-health business. We add this charge back when estimating the cash the business can generate, since it is a paper write-down of past acquisition cost rather than an ongoing cash expense -- but we treat the message behind it, that Medicaid and Marketplace margins reset genuinely lower, as real, and we have built that into our forward assumptions rather than into the current earnings level itself. Encouragingly, results already reported for the first half of 2026 show a clear improvement, with operating cash flow and net income both moving sharply higher year-over-year, consistent with Centene having begun repricing its Medicaid and Marketplace contracts to better match current medical costs. We have given partial, not full, credit for that improvement, since only two quarters of confirming data exist and the policy headwinds above continue to build through 2027-2028. We valued the business across three cases. In the bear case, the first-half 2026 improvement does not hold for the full year, Marketplace membership erodes further as the risk pool skews sicker after the loss of enhanced subsidies, and several states are slow to raise Medicaid rates to match the post-redetermination population; owner earnings settle in the $2.50-3.00 per share area and do not grow from there, and Centene's debt load -- its leverage ratio rose from about 41% to about 47% of capital because the impairment reduced shareholders' equity -- becomes a bigger constraint. In the base case, the 2026 repricing holds and margins normalize to a level consistent with the business's performance across a full cycle that includes the pandemic year, a large 2022 divestiture period, the 2023-2024 redetermination transition, and the 2025 reset -- roughly $5 per share of owner earnings today, growing modestly as the new federal provisions phase in through 2027-2028 and settling into low-single-digit growth as a mature, government-sponsored health plan. In the bull case, Medicaid rates catch up fully to acuity across major states, the smaller post-subsidy-cliff Marketplace book proves profitable, and an aging population sustains Medicaid/Medicare enrollment, pushing owner earnings back toward the $6.50-8 per share the business generated in 2023-2024 and sustaining modest growth from there. On these assumptions we estimate the shares are worth roughly $42 in the bear case, $126 in the base case, and $200 in the bull case. In the base and bull cases, more than sixty percent of the estimated value depends on what Centene earns a decade or more from now rather than on the next ten years of cash flow -- worth stating plainly, since the estimate leans heavily on a view that Medicaid and other government-sponsored coverage remain a durable, renewing business for Centene rather than on near-term results alone. Given how wide that range is -- a reflection of genuine, unresolved policy and repricing risk rather than a lack of research -- the margin-of-safety price is set at a meaningful discount to our base-case estimate, around $67 per share, and it applies once full-year 2026 results confirm the first-half improvement held and 2027 Medicaid rate negotiations with major states are settled on terms that match current acuity. Separately, a shareholder lawsuit was filed in July 2025 following the stock's decline; this is a common consequence of a sharp earnings miss and does not by itself change our estimate, though a material outcome there would be worth revisiting.
