Barrett Business Services is a professional employer organization (PEO). It takes on payroll, payroll taxes, benefits administration and workers' compensation coverage for small and mid-sized businesses, and it also runs a smaller and shrinking staffing business. In 2025 revenue was $1,240.3 million, up 8.4%. PEO revenue grew 9.9% because the average number of worksite employees rose 6.7% and billing per employee per day rose 2.4%. Staffing revenue fell 11.3%. The business needs little capital, but it carries real insurance risk. Under its self-insured programs the company keeps up to the first $3.0 million of each workers' compensation claim ($5.0 million for claims before July 2020), so how claims develop flows straight into earnings. California provided about 72% of revenue in each of 2023, 2024 and 2025, so the state's economy, its regulators and its insurance environment matter more than anything else. How we measure earnings. We start from operating cash flow. We remove working-capital swings, which are large here because payroll accruals and the paydown of old workers' compensation claims swing by tens of millions a year. We subtract stock compensation and the capital spending needed to keep the business running. Office rent is treated as a real operating cost. On that basis owner earnings were about $52.3 million in 2023, $46.0 million in 2024 and $47.0 million in 2025, or $1.91, $1.72 and $1.80 per diluted share. These figures are not comparable with our previous estimate, which used a different basis. The three-year level overstates the run rate. Earnings in 2023 to 2025 were helped by claims from earlier years settling for less than reserved: favorable prior-year liability and premium adjustments were $14.9 million in 2023, $18.5 million in 2024 and $18.7 million in 2025, all before tax. That is a release of past reserves, not a recurring source of profit. After tax it is worth roughly $11 to $14 million a year, which puts underlying earning power nearer $31 to $33 million. Results in 2026 are consistent with that. First-half 2026 revenue was $626.3 million, up 4.3%, but net income was a $1.9 million loss compared with $17.4 million of profit a year earlier. Second-quarter net income was $12.9 million, against $18.5 million in the same quarter of 2025. First-half income tax expense of $14.8 million on $12.9 million of pre-tax income shows a large one-time tax charge in the year. Our base case therefore starts 2026 at about $31 million of owner earnings, about 34% below 2025, rather than at the three-year level. The balance sheet. The company has no borrowings outstanding. At June 30, 2026 it held $27.0 million of cash and $40.9 million of unrestricted investments, after $35.5 million of share repurchases in the first half. The larger restricted cash and investment balances back workers' compensation obligations and are not counted as surplus. In its 2025 10-K the company disclosed IRS notices disallowing wage-based tax credits it had claimed, with $8.0 million of proposed tax plus $5.2 million of penalties and interest. The company said it disagrees and challenged them in U.S. Tax Court. We hold back the full $13.2 million, which leaves about $54.7 million of net surplus cash. Diluted shares were 24.7 million in the second quarter of 2026, down from 26.1 million for 2025. Base case: worth about $29.63 per share. Owner earnings are about $31 million in 2026, $34 million in 2027 and $36 million in 2028. The rebound rests on revenue still growing about 4% a year in 2026 on a recurring client base. It does not assume any return of reserve releases. From 2029 earnings grow 3% a year for four years and then 2% a year, reaching about $43 million in 2035, and stay flat after that. The only growth credited is the company's long record of adding PEO clients and worksite employees, which it has funded from its own cash. Margin expansion, faster expansion outside California and any return of favorable claims development are left out because none of them is secured. The business is worth about $677 million. Adding the $54.7 million of net surplus cash gives about $732 million for shareholders, or $29.63 per share. Bear case: worth about $20.78 per share. Owner earnings are $29 million in 2026 and $30 million in 2027. Then a downturn hits in 2028 with the depth of the 2020 shutdown, when owner earnings per share fell about 19% in a year, made worse by adverse claims development, since the company retains the first $3 million of each claim. Earnings fall to $20 million and recover only to $28 million by 2031, with no growth after that. The business is worth about $459 million, plus $54.7 million of net surplus cash, for about $513 million in total. With no debt, the company comes through this case without refinancing pressure. Bull case: worth about $36.45 per share. Earnings recover faster, to $33 million in 2026, $39 million in 2027 and $43 million in 2028. That keeps them close to the 2023 to 2025 level even without reserve releases, and they grow 4% and then 3% a year to about $55 million in 2035. The business is worth about $846 million, plus surplus cash, for about $901 million in total. The margin-of-safety price is $17.50. We are moderately confident in the earnings level. The business is simple and recurring, and the clean-up of reserve releases is visible in the filings. But 2026 is the first year without that support, and only two quarters of evidence are in hand. The biggest risk that no case fully models is severe claims inflation or a regulatory change in California, which provides about 72% of revenue. A big adverse jump in claims costs would hit earnings directly. The balance sheet would survive it: there is no debt, claims obligations are backed by restricted assets, and a large book of short-term client relationships can be repriced each year. The thing we are most likely to be wrong about is whether underlying earnings are near $31 million or lower. If they settle at the bear-case path, the shares are worth about $20.78. The dividend is $0.08 per quarter, or $0.32 a year. The price assumes a three-year holding period. From $17.50 the base case implies roughly 22% a year including dividends, and the bear case implies roughly 8% a year. The bull case implies roughly 31% a year. The gap between the base and bear outcomes is why the price is set well below the base case. Not reconciled from the filings: the outcome of the Tax Court challenge after the 2025 10-K. The large first-half 2026 tax expense suggests a charge was recorded, but we could not confirm the amount from the data available, so we hold back the full amount the IRS asserted.

Sales geography
United States: West (California approximately 72% of revenue in 2025, 2024 and 2023), with additional operations in other states including Maryland and Colorado.
Historical growth strategy
Organic growth from adding new small and mid-sized PEO clients through its branch and referral network, growing worksite employees per client and billing per employee, expanding gradually beyond California into other states, and returning surplus cash through dividends and steady share repurchases.
