Business condition attached to the margin of safety A fiscal year in which operating cash flow exceeds capital spending (positive free cash flow) without unbilled receivables and inventory growing faster than revenue, showing that reported earnings are turning into cash.
AeroVironment makes military drones and related defense systems: the Switchblade loitering munitions, the Puma, Raven and P550 small reconnaissance drones, the JUMP 20 and T-20 medium drones, the Red Dragon one-way attack drone, Titan counter-drone systems, and, since it bought BlueHalo on May 1, 2025, space antennas, laser communications, directed-energy (laser) weapons and cyber and electronic-warfare products. The company was first incorporated in 1971. In fiscal 2026 (year ended April 30, 2026) the U.S. government accounted for 85% of revenue ($1,688.7M of $1,976.8M), with the U.S. Army alone about 25%. Sales to customers outside the United States made up 28%. The BlueHalo purchase changed the company. The price was about $3.5 billion, mostly paid in new shares. Mainly because of those shares and a July 2025 stock offering, shares outstanding went from 28.3 million to 50.6 million. Revenue went from $820.6M to $1,976.8M. The company reported a net loss of $265.1M, but most of that was non-cash. It wrote off $240.7M of goodwill in its Space business after the U.S. Space Force stopped, then in March 2026 cancelled, the BADGER antenna agreement for its SCAR satellite program. It also booked $204.0M of amortization on acquired intangibles. We add both back because they are the cost of past acquisitions, not ongoing operating costs. Because the business has changed so much, we base the valuation on fiscal 2026 only. Earlier years describe a much smaller drone company. How we measure earnings: we start from operating cash flow and remove working-capital swings. We then subtract stock-based pay, the capital spending needed to maintain the business (including software development the company capitalizes) and lease payments. On that basis the company earned $139.1M in fiscal 2026, or $2.83 per share on the average diluted share count, up from $2.34 in fiscal 2025 and $0.70 in fiscal 2017. Two unusual items in fiscal 2026 roughly cancel out. Acquisition-related expenses were $26.4M higher than the year before. Cash taxes fell to $3.6M from $24.6M, which the company attributes to the July 2025 tax law that lets research spending be deducted immediately. We do not assume taxes stay that low. The biggest caution is cash conversion. From fiscal 2017 through 2026 the company reported $137.5M of operating cash flow in total and spent $219.1M on capital projects. About $813M of cash went into receivables, unbilled contract work and inventory. At April 30, 2026, unbilled receivables were $570.4M, and net operating working capital was about $836M, or 42% of a year's revenue. This comes from the company's contract structure: on fixed-price contracts it funds the work until deliveries begin. It has held for a decade, so we treat it as permanent. In our cases, each added dollar of revenue ties up working capital: 42 cents in the base case, 50 cents in the bear case and 35 cents in the bull case, plus about 3.4 cents of equipment. If the business stops growing, earnings turn into cash. If it grows, a large part of each year's earnings goes back into the business. Demand is also uneven. Ukraine was 38% of revenue in fiscal 2024 ($274.1M) and 18% in fiscal 2025 ($149.6M), and less than 10% in fiscal 2026. Funded backlog was $1,183.0M at April 30, 2026, and the company expects about 85% of it to become revenue in fiscal 2027. There was also $1,457.7M of awarded but not yet funded work. The drone and strike business was solidly profitable in fiscal 2026. The space, cyber and directed-energy business acquired with BlueHalo roughly broke even before depreciation and amortization. Base case: last year earnings per share grew about 21% and organic revenue about 19%. We assume less than that: revenue up 10% in fiscal 2027, 8% a year through fiscal 2031, and 6% a year through fiscal 2036. These rates are supported by the funded backlog and by the eight years in which revenue grew from $228.9M (fiscal 2017) to $820.6M (fiscal 2025), partly through acquisitions. Earnings run at 7.0% of revenue, rising to 7.5% as deal costs fall away, partly offset by cash taxes returning to normal. After year ten, growth slows to 3% a year for a decade and then stops. Earning power continues because the company has operated for more than fifty years and keeps renewing its products (Red Dragon, for example, was developed in its MacCready Works unit), funded by about $128M a year of research spending that is already charged against earnings. That spending is also what has to replace the acquired BlueHalo technology as its value wears off. Value: $82.94 per share (all per-share values use the 50.6 million shares outstanding). Bull case: revenue grows 15% in fiscal 2027, 12% a year through fiscal 2031, 8% through fiscal 2036, then 4% for a decade. Earnings rise to 9% of revenue as the space and cyber unit becomes modestly profitable. Before the acquisition the company earned 8% to 17% of revenue on our measure from fiscal 2018 to 2024, with a median of 11%. Working capital needs ease to 35 cents per added dollar. Value: $138.32 per share. Bear case: revenue grows 3% in fiscal 2027 and then stays flat. Ukraine demand does not return, and the government cancels more programs for convenience, as it did with BADGER. The space and cyber unit stays at breakeven, and Switchblade's lower margins keep overall earnings at 5.5% of revenue. Earnings hold for twenty years and then fade to nothing by year thirty. The company has written down goodwill three times in four years ($156.0M in fiscal 2023, $18.4M in fiscal 2025, $240.7M in fiscal 2026), which suggests acquisitions have often been worth less than their price. Value: $27.32 per share. We do not subtract debt, because the earnings are measured after interest. The balance sheet is not a large risk. The company owes $747.5M of zero-interest convertible notes due 2030 and holds about $632M of cash and short-term investments. Other points to know: the auditor gave an adverse opinion on internal controls at April 30, 2026. The company restated its January 2026 quarter because of an error in the goodwill impairment calculation. A securities class action filed May 26, 2026 alleges that the company misled investors about the SCAR program; these are the plaintiffs' allegations and have not been adjudicated. The restatement involved a non-cash goodwill figure and does not affect our cash-based earnings measure. The margin-of-safety price is about $42, roughly half our base value. The large discount reflects uneven demand, heavy working-capital needs, repeated acquisition write-downs and only one year of results as a combined company. The price also applies only after a year in which operating cash flow exceeds capital spending without unbilled receivables and inventory growing faster than sales.
