Business condition attached to the margin of safety A full fiscal year of positive GAAP operating income (after stock-based compensation) with revenue still growing at least 10%, showing the company can turn its recent operating leverage into sustained owner earnings.
Alphatec (ATEC) makes spine surgery products: implants, reusable instrument sets, SafeOp nerve monitoring, the Valence navigation and robotics platform, and EOS low-dose imaging, which it bought in 2023. Its sales pitch is a complete system for approaches such as lateral and prone-transpsoas fusion. Revenue grew from $92 million in 2018 to $764 million in 2025, about 94% of it in the United States. Hospitals are billed when implants are used, and the company funds the instrument sets and inventory placed in the field. How we measure earnings. We start from cash generated by operations. We strip out swings in working capital and subtract stock-based compensation (about $74 million a year, roughly 10% of revenue) as a real cost. We also subtract write-downs of excess and obsolete inventory (about $13-15 million a year). In this business those are a recurring cost of keeping implants and sets on consignment, not a one-off. Only the part of capital spending needed to maintain the business is deducted. On that basis Alphatec has not earned a positive owner profit in any of the last ten years: about -$187 million in 2023, -$138 million in 2024 and -$38 million in 2025 (-$0.26 a share). A normal-year average of past results cannot anchor the value because none of those years was profitable. The value rests entirely on whether the operating improvement of the last three years continues. What the record shows. Operating margin moved from -36% in 2023 to -22% in 2024, -11% in 2025 and -6% in the first half of 2026, with the June 2026 quarter close to breakeven (-0.9%). Gross margin has risen to about 72%. Two facts cut against this. First, revenue growth has roughly halved, from 25% in 2025 to 14% in the first half of 2026. Second, part of the 2026 improvement came from legal costs falling from $13.8 million to $0.4 million after litigation ended. Excluding legal costs, operating expenses still grew about 9%, roughly the same pace as in 2025. So the leverage is real, but it depends on revenue continuing to outgrow a cost base that keeps rising 8-9% a year. Debt. Principal was about $620 million after the remaining 2026 convertible notes were repaid in cash on July 30, 2026. That is $405 million of 0.75% convertible notes due March 2030 (conversion price $15.54) plus a JPMorgan term loan and revolver ($215 million drawn, about 6.4%, due 2031). In May 2026 this loan replaced a $200 million term loan costing about 9.7%, which lowered cash interest to roughly $17 million a year. Cash was $119 million at June 30 before that repayment. The company also has about $715 million of federal tax loss carryforwards, which shelter early profits. Base case, about $6.35 a share. Revenue grows 12.5% in 2026, then slows steadily from 11% to 4% by 2035, reaching about $1.6 billion. Operating expenses grow 8% in 2027, in line with their recent pace, then gradually slower. On those assumptions operating margin reaches about 1% in 2028 and levels off near 7% in the early 2030s. The 2030 convertible notes are refinanced at market rates, which raises interest from about $17 million to roughly $38 million a year. Owner earnings turn positive around 2028 and reach about $80 million a year by 2035. After 2035 we hold earnings flat. The support for that is Alphatec's trained surgeon base, the EOS systems already installed and steady demand for spine surgery. We assume no growth beyond that point. Bear case, about -$3.40 a share. Revenue growth keeps slowing at the pace already visible, to 7% in 2027 and about 3% from 2030, in a spine market where larger rivals such as the combined Globus-NuVasive and Medtronic compete hard on price and surgeon relationships. Costs keep pace with revenue, so operating margin stays around breakeven. The 2030 notes are refinanced at a rate near the 9.7% the company paid as recently as 2025, so interest takes most of the operating cash flow. Earnings then fade over twenty years. In this case the company owes more than the business is worth, by roughly $500 million. Bull case, about $18 a share. Growth holds at 12-13% for three more years, supported by the growing surgeon base and new products. Expenses grow a few points slower than revenue, and operating margin climbs to about 15% by 2034. The share price rises above the $15.54 conversion price, so the 2030 notes convert into about 26 million new shares instead of being refinanced. What would make the estimate wrong. On the upside, revenue could hold double-digit growth while expense growth drops to low single digits. On the downside, the loss of legal costs could turn out to be most of the 2026 margin gain, or growth could drop into single digits. Because the bear case is below zero and the company has never had a profitable year, price alone is not enough. The margin-of-safety price applies only after a full year of positive operating profit after stock compensation, and sits well below our base value. We could not fully match the working-capital lines reported in 2016-2019, when the business was being restructured and litigation settlements were being paid. Those years do not affect the valuation.
