Business condition attached to the margin of safety Evidence that the sharp gross-margin drop seen in the second quarter of 2026 has reversed: at least two consecutive quarters with gross margin back above roughly 25% and operating cash flow no longer negative, with the cause of the drop identified.
Vital Farms sells pasture-raised shell eggs and butter under the Vital Farms brand. It sources eggs from more than 600 small farms under buy-sell contracts, packs them at its Egg Central Station plant in Springfield, Missouri, and sells through natural and mainstream grocers. Whole Foods accounted for about 20% of retail sales in 2025 and Kroger about 11%. Revenue grew every year we have data for, from $471.9 million in 2023 to $606.3 million in 2024 and $759.4 million in 2025, and net income reached $66.3 million in 2025. How we measured earnings. We start from cash from operations, remove swings in working capital, and subtract stock compensation and the capital spending needed just to stay in business. On that basis, owner earnings per share were about $0.78 in 2023, $0.68 in 2024 and negative $0.28 in 2025. The 2025 figure is negative because capital spending jumped to $82.0 million (Seymour, Indiana plant construction and farms) and inventory and upfront farm-recruitment costs absorbed cash. Our method treats most capital spending as ongoing cost, so it is harsh on a company that is building. We anchored on the median of 2023 to 2025, about $0.68 per share. Earlier years were much smaller and are not representative of today's business. In 2025 owner earnings fell versus 2024, and we assume year 1 of the base case is below the normal level, not above it, so no rebound is assumed without a reason. What changed in 2026. The most recent quarterly filing (quarter ended June 28, 2026) shows a sharp deterioration: revenue of $166.0 million versus $184.8 million a year earlier, gross profit of $10.9 million versus $71.8 million, and a net loss of $31.1 million. Operating cash flow for the first half of 2026 was negative $45.9 million, and the company had $21.2 million of cash and $30 million of borrowings at June 28. The text of that quarterly report was not available for review, so we could not establish why margins collapsed; the first quarter of 2026 was still profitable. This is the main unresolved item in the analysis. Base case, about $10.10 per share. Two weak years (owner earnings of about negative $0.25 in 2026 and $0.30 in 2027), then a return to the $0.68 level the business earned in 2023 and 2024, held flat with no growth credited and no fade. The brand, the network of contracted farms and eight straight years of revenue growth are the evidence that earning power persists. We did not credit growth from the planned Seymour, Indiana facility (expected to be operational in early 2027, with $120 million to $140 million of capital spending expected over the next 12 months) because demand for its extra capacity is not contracted. We also did not credit household-penetration gains (about 10.5% of households buy the shell eggs). Bear case, about $0.66 per share. Second-quarter margins persist through 2027, with owner earnings of about negative $1.50 and negative $1.00 per share, and earnings then recover only to about $0.20 per share. This rests on the disclosed drop in gross profit, cash burn, the large Seymour spending commitment funded partly by a $30 million borrowing, and customer concentration in Whole Foods. Disease outbreaks are also a named risk: Egg Drop Syndrome affected 12 of the farms in 2025. Bull case, about $18.10 per share. Margins recover quickly, earnings return to about $0.90 per share by 2028 as the Seymour plant, already under construction, comes online, and then grow 5% a year through 2035, well under the company's historical growth. The margin-of-safety price of $4.00 sits well below the base value because the cause of the 2026 margin collapse is unknown and the company is spending heavily. It applies only once there is evidence of at least two consecutive quarters of recovered margins and non-negative operating cash flow. What would make this estimate wrong: a margin collapse that proves temporary (favoring the base or bull case) or structural, such as lasting feed, tariff or butter cost pressure or lost distribution (favoring the bear case). The company authorized a $100 million share repurchase program in February 2026, which we did not count as it does not change the value of the business.
