Business condition attached to the margin of safety Owner earnings return to positive territory for two consecutive quarters following the fourth-quarter fiscal 2025 cybersecurity disruption, confirming the disruption was truly one-time and that underlying margins have stabilized.
United Natural Foods (UNFI) is the largest wholesale distributor of natural, organic and conventional groceries in North America. It buys products from thousands of suppliers and delivers them to grocery retailers, from large chains to small independent stores, earning a thin distribution margin on very high sales volume. Its single largest customer is Whole Foods Market, for whom UNFI is the primary grocery distributor under a contract that now runs through May 2032 and which has grown to represent roughly a quarter of total sales. In October 2018, UNFI acquired the wholesale grocery distributor SuperValu, roughly tripling its revenue overnight and turning it from a ten-billion-dollar natural-foods specialist into a thirty-billion-dollar general grocery distributor. The two years that followed were rocky: the company recorded large non-cash write-downs on the value of what it had acquired (about $293 million in fiscal 2019 and $425 million in fiscal 2020, the latter during the pandemic), and results in those years are not representative of the business as it exists today. We valued the company on its performance in the five fiscal years since that integration settled down (fiscal 2021 through fiscal 2025), which capture both the good years (fiscal 2021 and 2022, when the company generated meaningfully positive cash earnings) and the recent difficult ones (fiscal 2024 and 2025, when it generated less cash than it consumed, partly reflecting thin, competitive margins in grocery distribution and partly a costly, disclosed cybersecurity incident in the fourth quarter of fiscal 2025 that the company says cost it roughly $400 million of sales and $26 million of direct costs before operations normalized). The middle of that five-year range, fiscal 2023, is our reference point for the level of cash earnings the business can sustain today; more recent management commentary and the first nine months of fiscal 2026, in which the company has already returned to a net profit versus a net loss in the comparable prior-year period, support treating the fiscal 2025 shortfall as tied to the cybersecurity disruption rather than a permanent step-down. One accounting judgment worth noting: UNFI's cash flow statement each year adds back non-cash charges such as depreciation, goodwill or asset write-downs, and a LIFO inventory costing charge. That is the correct treatment for the cash earnings a shareholder could take out of the business, but it means the two acquisition-distorted years mentioned above, if included, would overstate the business's normal earning power - which is why we excluded them. It also means the more than $700 million of value the company wrote off related to the SuperValu deal in fiscal 2019 and 2020 does not appear as a direct cost in our valuation math; we instead reflect that history of value-destructive dealmaking, together with the company's roughly $1.9 billion of debt, in a more cautious downside case. Our base case assumes UNFI's cash earnings normalize close to their fiscal-2023 level in fiscal 2026 as the cybersecurity disruption fades, then grow slowly - about 2% a year - reflecting a mature, low-margin distribution business with little pricing power and rising reliance on its largest, lowest-margin customer. Beyond ten years we assume the business continues at roughly its year-ten earnings level rather than growing further, since real growth in a warehouse-and-trucking business requires ongoing capital investment beyond what we've already charged against earnings. On these assumptions we estimate the shares are worth around $32 today. Our bear case (roughly a one-in-ten downside outcome) assumes the pressures already visible in fiscal 2024 and 2025 persist for a few more years - continued margin dilution from the growing, low-margin Whole Foods relationship, and the elevated debt load making any further operational disruption more costly - before the business stabilizes at a materially lower sustained level of cash earnings than today. That produces a value of roughly $9 a share, reflecting real, checkable risks rather than the worst conceivable outcome. Our bull case (roughly a one-in-ten upside outcome) assumes the fiscal 2025 disruption proves fully temporary, the company uses its cash flow to pay down debt and reduce interest costs, and ongoing supply-chain and technology investments produce modest, sustained margin improvement, alongside continued volume growth from its locked-in Whole Foods contract and other retail partners. That produces a value of roughly $48 a share. Given the size of the gap between our bear and base cases - a reflection of how much of UNFI's value depends on whether the recent earnings weakness proves temporary or structural, and on a debt load that leaves little room for error - the margin-of-safety price sits at a meaningful discount to our estimate of fair value, and it assumes confirmation over a couple of quarters that cash earnings have genuinely recovered from the cybersecurity-related disruption.
