bear -$2.63 base -$0.93 bull $2.27 margin of safety $0.90 market price* $1.05
Business condition attached to the margin of safety A full fiscal year of positive owner earnings (operating cash flow less working-capital swings, stock-based pay and capital spending), with total borrowings at that fiscal year-end below the $102 million owed at January 31, 2026.
Sportsman's Warehouse runs 147 outdoor-sporting-goods stores in 32 states, mostly in the West (California, Washington, Utah, Arizona and Colorado have the most stores), plus a website. More than 70% of online orders are picked up in a store. It sells hunting and shooting gear (firearms and ammunition are the biggest part of that), fishing, camping and outdoor clothing. Firearms and ammunition sales move with national demand cycles, and those cycles drive this company's results. What the business earns. We measure the cash the business produces for its owners: operating cash flow, less short-term swings in inventory and payables, less stock-based pay, less the capital spending needed to keep the stores running. On that measure the company earned about $11 million ($0.26 a share) in fiscal 2019, the last normal year before the pandemic. It earned far more in fiscal 2020 and 2021, when pandemic buying of guns and ammunition surged. That was a one-time event, and we leave those two years out. Since then the results have been: +$12.7 million in fiscal 2022, -$79.8 million in fiscal 2023 (when the company spent $80 million building new stores while sales fell), -$4.7 million in fiscal 2024 and -$15.4 million in fiscal 2025. Our starting point for the business as it stands is the middle of the last normal pre-pandemic year and the four years since: about -$0.12 a share, or roughly -$5 million a year. In other words, the current 147-store business has not reliably covered its rent, interest and store upkeep since the pandemic boom ended. What changed since our last estimate. Our previous estimate (three days ago) treated part of the company's store rent as a non-cash accounting charge. Store rent is paid in cash: about $74 million in fiscal 2025. We now count all of it as a cost, in line with how the company's latest annual report presents its lease figures. That correction lowers every year from 2019 through 2024 by $8 million to $32 million, and it is the main reason our values dropped sharply. Two facts go the other way and improve the downside: the company has extended both its term loan and its $315 million revolving credit line to June 2031, which removes the near-term refinancing risk, and borrowings at the end of July 2026 were $169 million, about $26 million lower than a year earlier. Recent quarters. Results in the first half of fiscal 2026 were a little better than a year earlier. The operating loss narrowed to $19.2 million from $22.8 million. Capital spending was $7.7 million, down from $11.2 million. Interest cost fell as debt came down. In the second quarter, firearms sales at established stores rose 8% and ammunition rose 11%, while fishing and camping fell and total sales at established stores were flat. The shortfall last year was about $10.7 million worse than the year before, so we would normally not assume a better year ahead. These two quarters of actual improvement are why our base case expects about -$10 million this year instead of a repeat of last year's -$15 million. Base case (about -$0.93 a share). The shortfall narrows from about -$10 million this year to about -$5 million within three years. That is the level the current store base actually reached in fiscal 2024, helped by lower interest on the debt already repaid. It then settles near -$3.5 million a year, giving modest credit for the underperforming stores management has said it will close (one is confirmed for January 2027; management has mentioned about five closures in total). We do not assume a firearms upswing, better margins or new stores, because none of these is secured. After year ten we assume the losses stop, either because the business is restructured or because more stores close, and we credit no further value. At a 6% discount rate the shares come out at about $36 million less than nothing. At its recent level of results, this business consumes a little more cash than it produces for its owners. Bear case (about -$2.63 a share). Last year's shortfall of about -$15 million continues for five years. It gets about $1 million worse each year as the company borrows to fund it, at interest rates near 7%. The pressures behind it are already disclosed: weak demand for fishing and camping, tariff costs on imported goods, and roughly $74 million a year of fixed store rent. As leases expire the company closes losing stores, and the shortfall eases to about -$10 million a year for years six through ten. After that we assume nothing is left for shareholders. On this path the company owes roughly $100 million more than the business is worth to its owners. Bull case (about +$2.27 a share). The company's own levers work. Firearms and ammunition keep growing, the planned closures remove losing stores, the debt reduction continues, and results move toward management's fiscal 2026 target. Owner earnings rise to about +$10 million a year by year four. That is roughly what the business produced in fiscal 2019 and 2022, and we assume nothing above levels it has already reached. That level holds through year fifteen and then fades to zero over the following decade. The business has operated since 1986, but the annual report says larger competitors with more resources are entering its markets, so we do not assume the earnings last indefinitely. Checking against guidance. Management expects adjusted operating earnings (before interest, depreciation and some other items) of $30-36 million this year, up from $27.5 million last year. Even at the midpoint, after about $11 million of interest and $20-25 million of capital spending, owner earnings would be around zero to slightly negative. The company's own target therefore supports our view that the business is currently near break-even at best. Accounting judgements. We treat the rent line on the cash flow statement as a timing item, so the full rent expense counts as a cost. In fiscal 2022 and 2023, sales fell while the company spent heavily on new stores. We counted all of that spending as ordinary upkeep, which lowers those two years. Because we use the middle of the range, this does not change our starting point. Last year's $17.8 million writedown of ten underperforming stores is a non-cash charge. It does not lower owner earnings, but the weak stores behind it are reflected in all three cases. Margin-of-safety price. With a negative base case, price alone does not establish a margin-of-safety price. If the business shows it can produce positive owner earnings for a full fiscal year while debt keeps falling, the bull path becomes the realistic one. The margin-of-safety price would then be about $0.90 a share, a discount of more than 50% to our bull-case value. A discount that large reflects a small, cyclical, leveraged retailer whose downside case is worth less than zero.
