McKesson is the largest of the three companies that move most of the prescription drugs sold in the United States from manufacturers to pharmacies, hospitals and clinics. It is a low-margin, extremely high-volume business: on roughly $403 billion of revenue last fiscal year, it keeps only a few cents of every dollar as gross profit. What makes it valuable is scale that is essentially impossible to replicate — the delivery network, the drug-licensing and cold-chain infrastructure, and the relationships with virtually every major pharmacy chain and hospital system in the country. On top of the core distribution business, McKesson has been building a faster-growing oncology and specialty-pharmacy services business (physician practice management, specialty drug distribution, and technology that helps prescriptions get approved and paid for), which now generates a meaningfully higher share of profit than its share of revenue. Owner earnings — the cash the business throws off after the reinvestment needed just to keep the current operation running, before any spending on growth — have grown from about $20 a share five years ago to about $36 a share last year, helped by a steadily shrinking share count from a large, ongoing buyback program (McKesson has authorized up to $7.7 billion in further repurchases). We anchor our valuation to the middle of the last five fiscal years (2022 through 2026) rather than the most recent, strongest year, because a single very good year shouldn't set the bar for the whole future; that anchor works out to about $25 a share. A note on litigation: McKesson agreed several years ago to pay roughly $7.4 billion over 18 years as its share of a nationwide settlement with states and localities over the distribution of prescription opioids. That obligation is real and ongoing — the company paid $684 million against it in the year just ended, and about $5.1 billion of the total remains on the books to be paid down, mostly over the next decade or so. We have not double-counted this: our five-year anchor period already includes several years in which the company made comparable payments, so the drag is baked into the level we're valuing from, and we simply assume payments of a similar size continue for roughly the next decade before tapering off. We saw no indication in the most recent filing of major new opioid-related exposure beyond this settled obligation, though litigation risk in this industry is never fully closed off, and we account for that in our downside case. Our base case assumes revenue and owner earnings keep growing at a solid-but-decelerating pace over the next decade — roughly 8-9% a year at first, easing to around 4% by year ten — as the oncology and specialty business keeps expanding and the buyback continues, then settles into a long-run, self-funding annuity once the settlement obligation rolls off, growing modestly forever given how durable the distribution network is. That points to a value of roughly $763 a share. Because more than half of that value comes from years beyond the ten-year forecast, this is a valuation that rests heavily on the network's durability holding up for decades, which we think is a reasonable assumption for a business this entrenched, but is worth being clear-eyed about. Our bear case (roughly $442 a share) assumes payer and pharmacy-benefit-manager consolidation squeezes distribution margins further, core volume growth stalls, and the pace of settlement payments runs somewhat higher than recently — a scenario where owner earnings per share barely grows for several years before stabilizing. Our bull case (roughly $912 a share) assumes the oncology and specialty business scales faster than expected and the buyback continues at its current aggressive pace. Given the spread between our downside and base cases, the margin-of-safety price sits at a meaningful discount to our estimate of fair value, at around $552 a share.

OE = CFO − ΔWC(core, ex-litigation) − SBC − maintenance capex. CFO=$4,434M. The $19.5B (McKesson's ~38.1% share ≈$7.4B) nationwide opioid-distributor settlement became effective April 2, 2022 (last day of this fiscal year), so actual cash paid was minimal; the litigation-liability WC line was a modest +$199M net credit, excluded from core WC and left embedded. This fiscal year also included a $1,509M non-cash write-down related to European businesses classified held-for-sale, consistent with the completion of the European divestiture around this time — part of why FY2022-FY2026 is treated as the current, post-transformation business. OE = CFO − ΔWC(core, ex-litigation) − SBC − maintenance capex. CFO=$4,542M. Net income was $(4,539)M because the company booked a non-cash ~$7.9-8.1B accrual for the nationwide opioid-distributor litigation this year (Financial Note, Commitments and Contingent Liabilities); CFO adds this back as a +$8,067M non-cash increase in the litigation liability, which is deliberately excluded from the core-WC figure here (no cash left the company for this item in FY2021, so it correctly does not reduce this year's owner earnings — it will reduce owner earnings in the future years when actually paid). Core WC (receivables +1,145, inventories −2,276, payables +1,267, op-lease −362, taxes −166, other +511)=+$119M. SBC=$151M.
