Business condition attached to the margin of safety Clarity that the post-2032 reset rate on the $150 million ECIP Series C preferred stock lands near its current ~2% level (rather than stepping up toward the program's higher tiers), or visible progress toward meeting an ECIP lending-mix threshold that would let the company exercise its option to redeem the preferred before 2032.
Broadway Financial Corporation is the holding company for City First Bank, N.A., a community development bank that lends primarily in underserved neighborhoods of Los Angeles and Washington, D.C. The company roughly doubled in size in October 2021, when the original Broadway Federal Bank merged with City First Bank to form the combined institution that operates today; total loans grew from about $360 million before the merger to over $1 billion by the end of 2025. The bank's core lending and deposit business produces modest but real cash earnings - in the neighborhood of $2.3 million to $3.0 million a year over 2024 and 2025 - after adjusting for a one-time item described below. Profitability is thin because the bank's mission is to make loans on favorable terms in communities that are otherwise underserved, but the trend is improving: net interest margin rose from 2.34% in 2024 to 2.64% in 2025, and results in the first half of 2026 continued to improve. We could not fully trace an isolated loss the company recorded in the first quarter of 2025 to a specific cause from the disclosures available to us; it appears unrelated to the larger item below and we flag it without alarm. In the third quarter of 2025, the company wrote off all $25.9 million of the goodwill created by the 2021 merger, after an independent valuation concluded it was no longer supportable. This was a non-cash accounting charge - it did not consume cash - and we have added it back in estimating the bank's underlying earnings power, the same way we treat other write-offs of past acquisition costs. The single biggest driver of what these shares are worth, however, is not the ordinary banking business - it is $150 million of preferred stock the company sold to the U.S. Treasury in June 2022 under the federal Emergency Capital Investment Program (ECIP), a program that supports minority- and community-focused lenders. That preferred stock paid no dividend for its first two years, but the rate has since stepped up and, as of 2025, sits at its contractual cap of 2% of face value - $3.0 million a year - which is now larger than the bank's entire underlying annual earnings. Ten years after issuance (mid-2032), the dividend rate resets to a new fixed level based on the bank's lending record over the prior eight years; the company has not disclosed what that fixed rate will be. The preferred also carries an option - not exercisable before 2028 at the earliest, and only once certain lending-mix targets are met - for the company to buy it back at a discount to face value; the company does not currently meet those targets. Because this preferred claim already absorbs almost all of the bank's earnings, our three scenarios differ mainly on what happens to it after 2032 and on how quickly the underlying lending business grows, rather than on ordinary credit-cycle assumptions. Our bear case assumes the earnings engine stays roughly flat to slightly declining and that the preferred dividend resets to about 4% (roughly $6 million a year) after 2032, a plausible middle-of-the-road outcome under the program's rules. On that path the preferred's claim permanently exceeds what the bank can comfortably earn, and the value left over for common shareholders is negative - we estimate around negative $5.60 per share, meaning the company would effectively owe more than the common stock is worth once that claim is accounted for. Our base case assumes the earnings engine resumes modest growth, roughly 5% a year, consistent with the margin improvement already visible in 2025-2026, and that the post-2032 dividend rate settles near 3%. On that basis we estimate the shares are worth roughly $1.90. Our bull case assumes the company succeeds in meeting the ECIP lending-mix targets and exercises its option to redeem the $150 million preferred around 2029-2030, removing the dividend burden entirely, combined with continued mid-single-digit growth in the lending business. That combination is worth roughly $10.40 per share. Because most of the value in every scenario depends on what happens after 2032 rather than on the next several years of cash flow, this is an unusually binary situation: the gap between our bear and bull cases is driven far more by the terms of one preferred security than by how well the bank is run day to day. Given that width, and that the downside case is negative, the margin-of-safety price is near $0.90-$1.00, and it is stronger with more clarity on the post-2032 dividend reset or visible progress toward redemption.
