Business condition attached to the margin of safety FY2026 full-year results (or the next couple of quarterly reports) showing the Q2 2026 credit provision was tied to a specific, resolving credit relationship rather than the start of broader deterioration — i.e., classified and nonperforming loan trends in venture capital, CRE construction/land, and multifamily lending stabilizing or improving rather than continuing to climb.
Banc of California is a California-based relationship bank serving small and middle-market businesses and venture-backed companies, with 79 branches concentrated in California plus outposts in Denver and Durham, and nationwide specialty businesses including venture banking and the SmartStreet payments platform serving community-association managers across the country. The company in its current form dates to November 30, 2023, when PacWest Bancorp merged into Banc of California in an all-stock transaction. Because of how that deal was structured for accounting purposes, PacWest is treated as the entity that survived, which is why 2023's results (a large loss driven almost entirely by a one-time, non-cash $1.38 billion write-off of PacWest's pre-existing goodwill) and anything before it don't describe the business as it exists today. We've anchored this valuation on the two full years since the merger: 2024 owner earnings of roughly $1.54 per share and 2025 owner earnings of roughly $1.95 per share, for a starting point near $1.75 per share. In deriving these figures, we treated the sizable swings in "other liabilities" that suppressed 2024's reported operating cash flow as a timing item tied to paying down 2023 merger-integration costs (severance, branch consolidation) rather than a permanent decline in earning power — smoothing what would otherwise look like a much weaker 2024. One pattern worth understanding: this bank has repeatedly sold lower-yielding securities and loans at a one-time accounting loss in order to reinvest the proceeds at higher rates — in 2023, again in 2024 (including selling $1.95 billion of a loan portfolio), and again in the second quarter of 2026, when it sold roughly $2.3 billion of securities for a loss of about $250 million. This is a deliberate, repeated management move to improve future profitability, not a sign of distress, though it does depress the specific quarter in which it happens. More significant is that the same second-quarter-2026 period also included a loan-loss charge of roughly $160 million — a large single hit relative to the bank's full loss-absorbing reserve. The most recent annual report shows loans rated as problem credits had already been rising through 2025 in a handful of named areas: venture-capital lending, construction and land loans tied to commercial real estate, and multifamily real estate, together pushing problem loans to about 3.2% of the loan book. We were not able to confirm from available filings exactly which credit(s) drove the second-quarter charge, and say so plainly rather than guess. The bank also carries a specific funding history worth naming: PacWest was one of the regional banks that saw deposits leave rapidly during the spring 2023 banking stress, and combined deposits fell from about $34 billion in 2022 to about $27 billion by the end of 2024 before stabilizing and growing modestly to about $28 billion in 2025. Putting this together into three cases: Bear case (~$21.73/share): assumes the credit problems in venture, construction/land, and multifamily lending take several years to fully work through, keeping loan-loss costs elevated well above normal and earnings depressed near $1.30–$1.40 per share for an extended period, with no further margin benefit assumed from the securities-repositioning strategy. Base case (~$33.86/share): assumes the second-quarter 2026 charge is largely a one-time credit event consistent with the specific, named segments already flagged in the 2025 annual report, with earnings dipping in 2026, recovering over the following two to three years back toward and modestly above the $1.75–$2.00 anchor, and then growing slowly as the repositioning strategy continues to support margins. Bull case (~$46.85/share): assumes the credit issue resolves quickly, the venture-banking franchise (built partly on business displaced by the 2023 failure of other regional banks) and the nationwide SmartStreet payments platform both continue to scale, and earnings growth resumes at a pace closer to the roughly 25% jump the business posted from 2024 to 2025. Based on this range and the bank's demonstrated funding volatility, the margin-of-safety price is around $20 — a level below even the more cautious case, with the base and bull paths implying significant upside from there. Given the unresolved question around the second-quarter 2026 credit charge, that price also assumes the next couple of quarters confirm it was an isolated event.

OE = CFO - working-capital movement - SBC - maintenance capex. FY2024 (first full year post the Nov 30, 2023 PacWest Bancorp/Banc of California reverse merger; PacWest was the accounting acquirer, so pre-2023 history reflects PacWest, not old BANC, and is not comparable - excluded from anchor). CFO=$77,374K. Working-capital movement = change in other assets $167,973K + change in accrued interest payable and other liabilities $(375,735)K = net $(207,762)K; this net drag is removed: $77,374K-($(207,762)K)=$285,136K (the swing is dominated by paying down 2023 merger-integration accruals - severance, branch-consolidation lease costs - per FY2025 10-K MD&A citing $14.2M of 2024 adjustments to merger-related accruals). Less earned stock compensation (SBC) $15,448K = $269,688K.
