AvalonBay Communities owns and operates roughly 300 apartment communities, concentrated in supply-constrained coastal metros (Greater Boston, New York/New Jersey, Washington D.C., Seattle, and Northern and Southern California), with a growing share of newer, faster-growing "expansion" markets such as Denver, Dallas-Fort Worth, Austin, Raleigh-Durham, Charlotte, and Southeast Florida. We measure the cash the business actually generates for owners: cash from operations, adjusted to remove the swings caused by working-capital timing and stock-based compensation, minus the capital spending required to keep the existing portfolio competitive (unit renovations, building systems, roofs, and similar recurring capital improvements). We deliberately exclude spending on ground-up development of new communities from this maintenance figure, since that is growth investment, not the cost of standing still. We also exclude the gains AvalonBay books when it sells mature communities and recycles the proceeds into new development; these gains are real but reflect one-time appreciation being realized, not repeatable operating income. On this basis, per-share owner earnings ran from about $8.15-8.30 in 2016-2019, dipped to $7.29-$7.73 in 2020-2021 as the pandemic emptied out gateway cities and pressured rents and occupancy, then recovered to $8.83-$9.63 in 2022-2025 as urban demand returned and rents caught up. We anchor our valuation on the median of the years we consider representative of normal operating conditions (2016-2019 and 2022-2025), excluding the two pandemic-distorted years, which gives roughly $8.56 per share. We then build forward ten years of cash flow, discounted at a standard 6% rate, plus a view of what the portfolio is worth beyond that decade. A meaningful judgment we made: apartment buildings, unlike a patent or a customer contract, don't have a fixed expiration date. As long as the recurring capital-improvement spending we already deduct continues, the portfolio should keep generating income indefinitely, so we value the years beyond the explicit ten-year forecast as a continuing (though modestly growing) stream rather than assuming it fades to zero. We kept that long-run growth assumption deliberately conservative (about 1% a year) because it represents a large share of the total value and a more optimistic assumption would not be well supported by the historical record of real, inflation-adjusted rent growth. Our base case assumes AvalonBay's coastal core keeps growing rents at a moderate pace as in-migration continues and new coastal construction stays limited by zoning and high building costs, while its newer Sunbelt-adjacent markets work through today's elevated apartment supply over the next couple of years before contributing normally again. Owner earnings grow at roughly 3% a year on average. That produces a value of about $203 per share. Our bear case (roughly a one-in-ten downside) assumes a broader economic slowdown that hits AvalonBay's technology- and finance-heavy coastal job markets, combined with Sunbelt oversupply that takes longer than expected to clear, and higher refinancing costs as the company rolls over portions of its roughly $9.3 billion of debt at today's higher rates. Under this scenario owner earnings stagnate for several years before a modest recovery, producing a value of about $153 per share. AvalonBay carries meaningful leverage typical of a REIT, so this refinancing pressure is a real risk, but the company is investment-grade and finances mostly with unsecured debt, so we do not see a scenario where its liabilities exceed the value of its portfolio. Our bull case (roughly a one-in-ten upside) assumes continued strong household formation and limited new coastal supply keep rent growth healthy across the core portfolio, and the Sunbelt markets absorb today's excess supply faster than expected, restoring healthy growth there by 2028. Owner earnings compound at roughly 5% a year, producing a value of about $239 per share. Putting these together, and reflecting that AvalonBay's downside case is only moderately worse than its base case (a fairly stable, well-capitalized business), the margin-of-safety price sits a bit under 15% below our estimate of fair value, at around $175 per share. We are not aware of anything in the most recent filing that we could not reconcile with the reported cash flows; the small remaining gaps between reported operating cash flow and our reconstructed figure (well under 5% in every year) are consistent with ordinary working-capital timing and items like straight-line rent accounting that filers do not always break out separately.
