Business condition attached to the margin of safety Two consecutive quarters of positive operating cash flow achieved without a new share issue, showing management has cut spending to a level the post-2027 product line-up (BYSANTI, PONVORY, NEREUS and a declining HETLIOZ) can support after generic Fanapt arrives in November 2027.
Vanda Pharmaceuticals sells prescription medicines almost entirely in the United States. It has four products on the market: Fanapt (iloperidone) for schizophrenia and bipolar I disorder ($117M of 2025 sales, up 24%); HETLIOZ (tasimelteon) for Non-24-Hour Sleep-Wake Disorder ($71M, facing generic copies since early 2023); PONVORY (ponesimod) for multiple sclerosis, bought in late 2023 ($27M); and NEREUS (tradipitant) for vomiting caused by motion sickness, approved in December 2025. In February 2026 the FDA approved BYSANTI (milsaperidone), the active form Fanapt turns into in the body, and it launches in the second half of 2026. An FDA decision on imsidolimab for generalized pustular psoriasis is due December 12, 2026. What the record shows. We measure owner earnings as the cash the business produces from operations, with short-term working-capital swings removed, minus stock-based pay and the capital spending needed to keep the business running. On that measure, Vanda has sold about $2 billion of medicine over the last ten years and produced roughly zero cash for owners in total. From 2018 to 2021, while HETLIOZ was protected, it earned $0.49 to $0.80 per share. Since generics arrived, spending has gone up, not down. Selling and administrative costs rose from $113M in 2023 to $238M in 2025 and ran at about $280M a year in the first half of 2026, and research spending reached $109M in 2025. Owner earnings were -$0.38 per share in 2024 and -$2.17 in 2025, and the company used $81M of operating cash in the first half of 2026. The ten-year median is about $0.07 per share, and the median for 2023-2025, the years that look like today's business, is -$0.38. The product mix is about to change sharply, so neither figure works as a starting point by itself. We therefore built each case product by product. Two accounting notes: the 2025 net loss of $220M includes an $81M non-cash write-down of tax assets, and 2019's profit included an $88M non-cash tax benefit. Neither affects cash, so both are excluded. The company has no debt and held $170M of cash and securities at June 30, 2026. We count that cash once and leave the interest it earns out of the forecast so it is not counted twice. The key dated fact is when generic Fanapt arrives. Under patent settlements the company announced in 2016, generic makers may launch Fanapt from November 2, 2027, or May 2, 2028 if Vanda earns pediatric exclusivity. The risk discussion in the latest annual report names generic competition only for HETLIOZ and does not repeat this date. Fanapt is the largest and fastest-growing product, so the franchise's value depends on how many patients move to BYSANTI before then. As a new chemical entity, BYSANTI has FDA exclusivity until about February 2031. Vanda has applied for patents on it, but none has been granted yet. PONVORY's patents run to May 2032. HETLIOZ keeps shrinking under generic competition: first-half 2026 sales were $21.5M, or about $28.5M counting $7M of orders shipped June 29 that arrived July 1. The royalties Vanda pays on Fanapt end in November 2026, a small help to margins. Management guides 2026 revenue at $240-$290M. Our own estimate from first-half results is about $230M, just below that range. Base case (about $1.21 per share). Fanapt and BYSANTI together reach about $145M in 2026 and $165M in 2027. After that, generics take most of Fanapt, and BYSANTI keeps about 35% of the franchise until its exclusivity ends in 2031. HETLIOZ falls 20% a year. PONVORY grows 8% a year until its 2032 patent expiry. NEREUS builds to about $30M a year. Spending stays near today's level into 2027, costing about $115M that year, because the $170M of cash cannot fund the current deficit much past mid-2027. From 2028 the company goes back to the roughly 12% owner-earnings margin it showed in 2018-2020, about $20M a year through 2030, and that fades as BYSANTI and PONVORY lose protection. Vanda's research has produced new approvals, but over the past decade those approvals have not turned into owner earnings, so we give the pipeline no value beyond the named products. What the shares are worth in this case is essentially the cash left after the 2026-2027 losses, plus a modest, fading stream of profit. Bear case (about -$2.48 per share). Management keeps spending about $400M a year, today's rate, through 2027, as it did after HETLIOZ generics arrived, and cuts only partly in 2028. BYSANTI captures only 15% of Fanapt patients, a patent challenge brings a PONVORY generic in 2029, HETLIOZ falls 30% a year, and NEREUS peaks near $12M. Losses would then exceed the cash on hand by roughly $185M, and that money would have to come from selling new shares. The company does not owe more than it is worth in the usual sense, because it has no debt. The negative figure means that continued spending would consume about $150M more outside money than the business ever returns, leaving today's shareholders heavily diluted. Bull case (about $5.18 per share). Fanapt and BYSANTI reach about $205M a year before generics. BYSANTI keeps 60% of patients, and its pending patents are granted, extending protection to 2033. NEREUS reaches $60M a year, imsidolimab is approved in December and adds about $25M a year, and PONVORY grows 12% a year. The company also cuts costs quickly in 2027 and then runs at the 17% margin it achieved in 2021. What would make this wrong. The biggest lever is spending, which is under management's control. Every $50M a year of lasting cost savings adds roughly $0.80 per share for each year it holds. BYSANTI keeping well over a third of patients, patents being granted on BYSANTI, or a favorable result from the FDA hearing on HETLIOZ for jet lag disorder (scheduled for December 2026) would all push value up, and none is in the base case. The company says its cash will last at least the next 12 months but that it may need more capital. A share sale at a low price in 2027 would make the bear case more likely. Because the value depends mainly on management choosing to spend less, the margin-of-safety price applies only after the company shows, in its reported cash flow, that it has done so.
