Business condition attached to the margin of safety A signed, revenue-generating licensing or product-integration agreement, or a newly filed patent-infringement suit against a substantial defendant with credible near-term settlement prospects.
VirnetX holds a portfolio of network-security patents covering secure communications and "VPN-on-demand" technology. For most of its history the business has consisted of licensing and enforcing that portfolio through litigation rather than selling a product, and its results have been extremely lumpy: outside of one large cash collection in 2020 from its decade-long patent-infringement case against Apple, the company has taken in only a few hundred thousand dollars of revenue a year, while spending in the range of $15-25 million annually on legal, R&D and corporate costs. Operating cash flow has been negative in nine of the last ten years, funded by drawing down cash built up mainly from the 2020 settlement rather than by ongoing profits. At the end of 2025 the company held about $21.5 million in cash and short-term investments - a little over a year of runway at its recent spending rate - and management states it expects that to be enough to fund operations for the foreseeable future. The most recent annual report does not identify any specific infringement lawsuit currently in progress against a major defendant; instead, management describes a strategy of licensing its existing patents while trying to build a family of cybersecurity products it can integrate into partners' offerings. That product effort is very early stage, producing about $162,000 of revenue in 2025 (up from about $5,000 in 2024) against tens of millions of dollars of costs. Because the patents behind the 2020 recovery have already run their course through litigation and no new lawsuit is currently disclosed, we have not assumed a repeat of that windfall in our typical (base) case. We instead anchored the recurring level of owner earnings (operating cash flow after adding back non-cash items like stock compensation, less the small amount of ongoing capital spending this kind of business requires) to the company's results since the 2020 case was resolved - 2021 through 2025 - which reflect the current cost base and the early product effort, while excluding both the one-time 2020 recovery and the earlier years that predate the current strategy. On that basis the company lost roughly $4.80-$5.70 per share in each of the last two years, essentially unchanged year over year, so our near-term forecast starts from that same loss rate rather than assuming an improvement not yet visible in the filings. Three cases: - Bear case: the cybersecurity-product effort does not gain traction and spending is not brought under control quickly enough. Losses continue near their recent pace, cash reserves are exhausted, and the company is forced into distressed, dilutive financing or a wind-down within roughly four years, leaving little or nothing for today's shareholders. - Base case: management repeats the cost discipline it showed between 2021 and 2024, when the annual loss fell from about $43 million to about $18 million, and brings spending in line with its resources over the next two to three years, while patent and product licensing generate only modest, uncertain revenue. The company survives as a much smaller, roughly break-even niche business, but the losses incurred along the way are not fully offset by that modest eventual profitability. - Bull case: the licensing/partnership strategy management describes succeeds - either a new infringement claim against a substantial infringer, or a real commercial partnership for the cybersecurity products - producing a sustained royalty or license stream, more modest than 2020 but real, of roughly $1.30-$1.50 per share of owner earnings within five to eight years. Because the share count is small (about 3.6 million shares, after last year's 1-for-20 reverse split), even a moderate recurring win would be meaningful per share. Weighing these, our bear-case estimate is about -$14 per share, our base case is about -$2 per share, and our bull case is about $13.50 per share. The negative bear and base figures do not reflect debt the company cannot pay - it carries essentially none - they reflect that, absent a new licensing or product win, the cash the company is likely to spend pursuing its strategy is worth more than what that strategy is likely to bring back, on a risk-adjusted basis. With a base case at or below zero, no positive margin-of-safety price is set today; a signed, revenue-generating agreement or a newly filed, well-supported infringement suit would be needed before the shares could be treated as attractively priced at any level. One accounting note: results in 2020-2022 include a large swing from deferred income taxes, a non-cash item tied to the company's valuation allowance on its accumulated tax losses; we added this back in full, consistent with our treatment of all non-cash items, and it does not affect the cash-based figures used for the anchor years (2021-2025).
