Business condition attached to the margin of safety Cash conversion (operating cash flow less total capitalized software and property spending) recovers to roughly 10% or more of revenue for two consecutive quarters, and net revenue retention stabilizes rather than continuing to decline from its current 105% level.
Vertex, Inc. sells software that businesses use to calculate, collect, and remit sales, VAT, and other transaction taxes across thousands of tax jurisdictions in the U.S. and internationally, and increasingly handles e-invoicing compliance in Europe and Latin America following two 2024 acquisitions. Revenue has grown steadily, from roughly $375 million in 2020 to $748 million in 2025, driven mainly by expanding usage among existing customers. The company's net revenue retention rate -- growth from customers already on the platform -- has stayed above 100% every year since 2021, but it has slipped from a peak of 113% in 2023 to 105% in 2025, and the share of revenue kept from non-expanding customers (gross retention) has also edged down to 94%, concentrated in smaller accounts. What the shares are worth depends heavily on a change visible in the cash flow statement: over the past two years Vertex has been capitalizing a fast-growing share of its engineering spending -- building out its cloud platform and integrating the 2024 acquisitions -- rather than expensing it, while stock-based compensation has also grown faster than revenue. After these real costs, the cash the business generates for owners has been thin to negative in the most recent year even as revenue and reported operating cash flow both grew. Management attributes this to continued platform investment and to integration costs from the 2024 acquisitions, and disclosed that free cash flow margin fell to 6.4% in 2025 from 11.7% in 2024. Three cases follow from this: In the more cautious case, the heavier spending proves largely permanent and customer retention keeps drifting toward 100%; the shares are worth very little above the company's net cash and debt position today, though not less than nothing. In the middle case, the acquisition-integration costs fade over the next two to three years as management has indicated, part (not all) of the platform spending proves temporary, and revenue growth keeps decelerating gradually in line with the recent retention trend. On these assumptions the shares are worth a modest amount above today's net debt position -- meaningfully less than a typical growth-software revenue multiple would imply, because so much of today's reported growth is being reinvested rather than converted to cash for owners. In the more optimistic case, platform spending normalizes closer to where it ran in 2021-2022, retention stabilizes rather than continuing to slip, and the European e-invoicing mandates that the company's recent acquisition serves become a real growth driver; the shares are worth substantially more, though still a discount to a pure growth-multiple valuation. One specific fact argues for caution before assuming the recent cost increase is simply a temporary investment phase: the value Vertex placed on the earn-out liability tied to its 2024 acquisition rose by about $15 million during 2024 (consistent with the deal tracking well against its targets) but then fell by about $17 million in 2025 (consistent with the acquired business coming in below what was expected). That is a concrete, disclosed sign the newest acquisition has not performed as hoped. The company carries $345 million of convertible notes due 2029 at a very low 0.75% interest rate, largely offset by $314 million of cash; net of the value of that unusually cheap financing, debt is close to break-even against cash and is not a major swing factor in the valuation either way. Because the range between the cautious and optimistic cases is unusually wide here -- turning mainly on whether the recent jump in reinvestment costs is temporary or permanent -- the margin-of-safety price sits at a substantial discount to the middle estimate.
