Business condition attached to the margin of safety The pending merger with Runway Growth Finance Corp. is terminated and SWK continues to trade as an independent company.
SWK Holdings is a small specialty finance company based in Dallas, Texas that lends to, and buys royalty interests from, life-sciences companies — mostly biotech, medical-device and diagnostics businesses that already have an approved, revenue-generating product but limited access to conventional bank credit. Since 2012, SWK and its partners have funded roughly $876 million across 58 relationships, typically in deals under $50 million, a size larger specialty lenders tend to ignore. The portfolio is senior and subordinated loans and purchased royalties tied to the sales of currently marketed drugs, devices and diagnostics. From 2019 through early 2025, SWK also owned a contract drug-development and manufacturing business (Enteris BioPharma, later renamed MOD3 Pharma). That business added complexity and, in some years, large non-cash amortization tied to the original acquisition. During 2025, SWK sold substantially all of MOD3's assets and returned to being a pure specialty lender. Separately, in April 2025 SWK sold a royalty portfolio to Soleus Capital for about $34 million and used part of the proceeds to pay a $4.00-per-share special dividend (about $49 million) in May 2025. Notably, the credit quality of the remaining portfolio actually improved in 2025 — the company recorded a small net recovery on its loan-loss reserve, versus a nearly $13 million charge the year before — even though reported cash flow looks smaller simply because the portfolio itself is smaller. The most important recent development: on October 9, 2025, SWK agreed to be acquired by Runway Growth Finance Corp., a publicly traded business-development company, through a stock-and-cash merger. Shareholders will be able to elect cash or Runway stock, subject to proration. The deal needs shareholder approval and is expected to close in the first half of 2026; a few shareholder lawsuits over disclosure adequacy have been filed, which is routine in announced mergers and not itself a sign the deal will fail. If it closes, SWK will stop existing as an independent public company, and what shareholders receive will be set by the merger's terms rather than by continuing to hold SWK shares. Because of that pending deal, the valuation below treats SWK as if it keeps operating independently. That is a useful yardstick for judging whether the merger terms are fair and for what the business would be worth if the deal falls through — not a prediction of where the stock will trade. Looking at the cash the lending business actually generated over 2021–2025, after removing working-capital timing swings and stock compensation, and after setting aside the now-sold MOD3 business, the portfolio produced owner earnings of roughly $1.50 per share in a typical year, with real swings — from about $1.06 in a weak credit year (2022) to about $2.47 in a strong one (2021). We used the middle of that range, about $1.53 per share (in-line with what was actually earned in 2025), as the starting point for the valuation, rather than assuming a rebound to a stronger year with no evidence of one. We do not assume meaningful growth from here. Revenue over the past decade moved in a fairly wide, cyclical band ($22 million to $56 million) rather than trending up, and for the years beyond our ten-year forecast we assume that as today's loans and royalties mature, only about 70% of today's earnings power gets replaced by new lending — a conservative view given the smaller capital base left after the 2025 asset sale and dividend, and given that an acquirer, not SWK's current management, is likely to be making capital-allocation decisions well before ten years are up. Three cases: Bear case (roughly a one-in-ten downside): the merger falls apart, and the remaining portfolio goes through a stretch of credit losses similar to 2024, when write-downs on troubled royalties (including Best, Ideal and Flowonix) pushed loan-loss related charges to nearly $19 million. With a nine-person team managing the book and moderate leverage from 9.00% senior notes, a renewed downturn without the option of exiting through the merger would push owner earnings down to roughly $0.55 per share and hold it there. That is worth about $6.60 per share. Base case: the lending business performs in line with its recent normal — around $1.53 per share of owner earnings, without the swings of any one year, whether or not the merger ultimately closes. That is worth about $21 per share. Bull case (roughly a one-in-ten upside): the improved 2025 credit experience continues, and the roughly $43 million of cash now sitting on the balance sheet, plus ongoing loan repayments, gets redeployed into new lending at returns closer to the strong 2021 vintage. Owner earnings settle around $2.30 per share on a sustained basis. That is worth about $35 per share. Because the downside case is a meaningful fraction of the base case — this is a lending business, and those can turn quickly when a handful of borrowers stumble — the margin-of-safety price sits at a substantial discount, roughly 49% below the base-case estimate, near $10.80 per share. That price applies only if the Runway Growth Finance deal is terminated and SWK keeps trading independently; if the merger closes as announced, shareholders receive Runway stock and/or cash instead, and the terms of that exchange will determine the actual outcome, not this estimate. One accounting note: SWK's reported 2025 results include a $22.6 million non-cash income-tax charge taken in connection with the pending merger (a write-down of a deferred tax asset). Because it is non-cash, it does not reduce the cash-based owner-earnings figure used here, but it explains why 2025 net income looks like a loss despite the underlying lending business performing reasonably well.
