Business condition attached to the margin of safety At least one full subsequent quarter of stabilized or growing year-over-year net sales (following the roughly 14% decline seen in the first half of 2026), indicating the data-center-driven demand surge was a temporary digestion pause rather than the start of a reversal.
Power Solutions International designs, engineers and manufactures engines and integrated power systems -- generator sets, power modules and related components -- sold mainly to original equipment manufacturers across power generation/standby power, industrial equipment, and on- and off-highway transportation. The business is centered in Wood Dale, Illinois, and roughly 93% of net sales are booked in the United States, with small amounts in the rest of North America, the Pacific Rim and Europe. The company went through a genuinely difficult decade: a restatement of its financial statements beginning in 2016, years of losses, and a going-concern qualification on its audited financial statements that persisted all the way into early 2025. Weichai Power, a major Chinese engine manufacturer, took a large ownership and board position in the company during 2015-2017 as part of its recapitalization, and today owns about 46% of the shares and holds a majority of board seats; the collaboration with Weichai supplies the heavy-duty engines behind the company's higher-margin power-systems product line. That relationship is a real, two-sided fact: it is central to the product line that is now driving growth, and it is also a disclosed source of risk (potential U.S. export-control or foreign-investment scrutiny given Weichai's state ownership, and geopolitical strain that could interrupt the supply relationship). 2025 was the turning point: the company refinanced its debt, which allowed its auditors to remove the going-concern qualification, and net sales grew 52% to $722 million, driven by a genuine, named catalyst -- surging demand for standby and prime power generators serving data centers, alongside a partial recovery in its oil-and-gas engine business. The company backed this with real, company-specific investments: it is actively expanding manufacturing capacity for data-center gensets and it acquired a steel-fabrication business (MTL) to vertically integrate switchgear and enclosure production for that market. Gross margin dipped to 25.6% from 29.5% as the company absorbed the cost of ramping production quickly; management attributes this to temporary inefficiency rather than a structural change. A large one-time accounting item also flowed through 2025's results: once the going-concern doubt was lifted, the company reversed most of a $38 million allowance it had been carrying against its tax assets, adding roughly $1.66 to reported per-share earnings that will not recur. That reversal is a pure accounting entry -- it does not represent cash the business generated -- and it has been fully excluded from the cash-flow-based earnings figure used in this valuation, which instead starts from operating cash flow and removes the swing in working capital, the addback for stock compensation, and the ongoing investment needed just to keep the existing plant and equipment running (as opposed to capacity growth). That cash-flow-based earnings measure has been extremely volatile over the last decade -- deeply negative in the restatement years and in 2021 (a difficult year industry-wide for supply chains), modestly positive from 2022, and very strong in 2024-2025. Given how different the pre-2019 company was (mid-restatement, mid-recapitalization), the historical reference point for "normal" earnings used here is the median of 2019-2025, which works out to a level far below the 2025 print -- a deliberately conservative anchor given how much of 2025's strength is new. A further caution: the most recent two quarters on record (first half of 2026) show net sales down roughly 14% year over year, with the decline widening in the second quarter versus the first. The company does not report a meaningful order backlog, so quarter-to-quarter results can be lumpy, and this could be a temporary pause after 2025's rapid ramp rather than a reversal of the data-center trend -- but it is real, recent, and it argues against simply extending 2025's growth rate forward. The base case below reflects that caution directly: it assumes earnings step down materially from the 2025 peak before stabilizing, rather than assuming the 52% growth rate continues. Three cases: Bear case: the data-center-driven ramp proves harder to digest than expected -- margin pressure from the capacity build persists rather than resolving, the oil-and-gas business stays below its historical highs (rig counts remain low, a trend the company itself flags), and results settle back toward the low, volatile levels the business showed through most of 2016-2022, with the Weichai relationship and customer concentration (the largest customer is about 20% of sales) adding downside risk. This case is worth roughly $15 per share. Base case: 2026 earnings step down from the exceptional 2025 level, consistent with the softer first-half 2026 results, then stabilize and grow modestly as the capacity investments season, gross margin recovers toward its pre-ramp level, and the data-center and oil-and-gas businesses find a steadier run rate. Beyond the ten-year explicit forecast, this analysis does not assume continued growth -- the company has no long-duration contracted revenue and operates in a cyclical industrial market -- but does assume the business persists at roughly its demonstrated scale, given decades of operating history supplying a real, ongoing replacement and expansion market for backup power. This case is worth roughly $54 per share. Bull case: the capacity investments (including the MTL acquisition) pay off as intended, the ramp-related margin drag proves temporary and resolves as production scales, and the first-half-2026 softness proves to be order timing rather than a change in trend, so growth resumes through the rest of 2026 and beyond. This case is worth roughly $95 per share. What would have to be true for the shares to be worth meaningfully less than these estimates: the first-half 2026 sales decline continues rather than reverses, the oil-and-gas business keeps shrinking, or Weichai's supply relationship is disrupted by tightening trade or investment restrictions between the U.S. and China. Given the business's history of severe volatility, the concentration of control and supply in a single foreign partner, and the fact that the most recent evidence points to a slowdown rather than a continuation of 2025's growth, the margin-of-safety price sits at a considerable discount to the base-case estimate. At near $17 per share, the margin-of-safety price sits just above the bear-case estimate, allowing for the softer 2026 trend to continue, while the base case implies a strong return from that price.
