Business condition attached to the margin of safety Two more quarters of reported results (through the fourth quarter of 2026) showing credit costs staying low and problem commercial loans (nonaccrual loans were 3.07% of loans at year-end 2025) no longer rising, so the 2025 reserve build is confirmed as the end of the legacy commercial-loan problems rather than a first installment.
Pathfinder Bancorp is the holding company for Pathfinder Bank, a community bank serving individuals, small and mid-size businesses and municipalities from branches in Oswego, Onondaga and Oneida Counties in Central New York. It takes deposits and lends against commercial and residential real estate and to commercial borrowers. There are about 6.2 million shares (voting and non-voting combined), and book value was $19.80 per share at year-end 2025. What happened. 2025 was a loss year: a net loss of $1.9 million ($0.31 per share) after a $16.3 million provision for credit losses, following $3.4 million ($0.54) in 2024 when the provision was $11.0 million. Earlier years were much stronger ($1.51 per share in 2023, $2.13 in 2022, $2.07 in 2021). In October 2025 management announced a review of essentially every commercial relationship of $500,000 or more, about 90% of the commercial portfolio, and completed it in December. The allowance for credit losses rose from $17.2 million (1.88% of loans) to $29.4 million (3.28%). Management says this substantially addresses the legacy commercial loans. Net charge-offs were $9.8 million in 2024 and $4.2 million in 2025. Not everything is resolved: loans on nonaccrual rose from 2.40% to 3.07% of total loans, and the allowance covers 106.8% of nonperforming loans. The first half of 2026 was better, with net income of $5.1 million (second quarter $2.7 million), against $3.0 million in the first half of 2025. How we measured earnings. We start from cash generated by operations, remove swings in working capital (including the timing of mortgage-loan sale proceeds, which inflated 2020), and subtract stock-based pay and only the capital spending needed to maintain the branches (capital spending above depreciation, such as 2018's $5.7 million, is treated as expansion). Per share, on this basis, the last five years were $3.23, $2.92, $2.13, $1.91 and $1.53. The 2021 figure is flattered because the non-voting shares only joined the share count mid-year. We used the median of those five years, $2.13, as the starting level, because 2021 and 2022 capture the change in the share count and the recent decline is what matters. One further adjustment matters for a bank: the cash-flow statement adds back the provision for credit losses, but loan losses are a real, recurring cost of lending. We therefore deduct an average credit cost of $4.5 million a year ($0.72 per share), which is the average provision over the past ten years and includes the 2024 and 2025 problems. That puts normalized owner earnings at about $1.41 per share. The most recent year fell 20% ($1.91 to $1.53), and the base case does start higher than the last completed year's adjusted level (about $0.81 after credit costs), so we name the reason: the loan review was completed in December 2025 with the allowance more than tripled in ratio terms relative to growth in nonperforming loans, and the first half of 2026 earnings of $5.1 million, roughly $1.6 per share annualized, corroborate two consecutive quarters at that level. Base case: about $23.50 per share. Earnings hold at about $1.41 per share and are valued as a flat stream, discounted at 6%. We credit no growth. The bank's loan and deposit growth has not translated into rising per-share owner earnings over the decade (about $1.1 in 2016 versus $1.5 in 2025), and earnings depend on interest margins and credit outcomes rather than on anything contracted. We left out share repurchases, new markets and margin improvement because none are in place today. The deposit franchise, including municipal deposits, is the structural feature that keeps the earnings going. Bear case: about $12.30 per share. Credit costs stay elevated for three more years at about 0.8% of roughly $900 million of loans ($7.2 million a year, or $1.16 per share), consistent with the 2024 level of 1.09% and reflecting that nonaccrual loans rose even after the review. Owner earnings are then only about $0.37 per share for three years, and afterwards settle at about $0.81 per share (the 2025 level less the normal average credit cost) permanently. Bull case: about $29.70 per share. The review does its job and credit costs return to the 2016-2023 average provision of about $2.2 million a year ($0.35 per share), leaving owner earnings of about $1.78 per share, held flat. We did not credit the higher 2021-2022 earnings level because that included a share-count effect and the low-loss period. Nothing supports growth beyond that. What would make this wrong. Further credit deterioration in commercial loans not yet visible (the bear case), or a larger average loss rate than the past decade, would reduce value. Conversely, the flat-earnings assumption is a judgement about a bank that has not compounded per-share earnings; a cleaner credit record would matter more than anything else. The historical series was assembled from filings in which the cash-flow presentation changed slightly across years; the 2020 working-capital line was restated in the following year's filing and we used the restated figure.
