Business condition attached to the margin of safety Two consecutive fiscal years of owner earnings of at least $0.60 per share measured after rent, premiums paid to retailers, inventory write-downs and all financing costs (including the receivable-discount program), with the largest customer relationship intact and the bank credit line (due December 2028) and convertible notes (due March 2029) refinanced or repaid.
Motorcar Parts of America remanufactures starters and alternators (about 68% of fiscal 2026 sales), brake calipers and wheel-hub assemblies (about 28%), and other products including test and diagnostic equipment (about 4%). Nearly all sales go to three national auto-parts retail chains, which together took 85% of fiscal 2026 sales; the largest alone took 42%, up from 35% two years earlier. The business runs on a core exchange: when a store sells a rebuilt starter, the customer returns the worn-out unit (the core), which the company rebuilds. To make that work, the company owns about $298 million of cores sitting on its customers' shelves, carries about $397 million of inventory, and waits almost a full year to be paid (346 days on average in fiscal 2026). It gets its cash sooner by selling those receivables to banks at a discount, which cost $32 million last year. This analysis replaces our earlier estimate of roughly $31 per share, and the change is large. Our earlier estimate of cash earning power (about $1.70 to $2.40 per share a year) treated every cash outflow that passes through the working-capital section of the cash flow statement as temporary timing noise. On closer inspection, three recurring costs travel through that section and were therefore never charged: rent on the company's plants and warehouses (about $10 million a year), payments made to retailers to win new business, known as core and finished-goods premiums (about $12 million a year), and inventory that has to be written off as obsolete or worth less than it cost (about $10 million to $19 million a year). These are real, repeating costs of running this business. Charging them brings sustainable cash earnings down to roughly zero. Measured this way, owner earnings over the last ten fiscal years ran: $2.13 per share in 2017, $0.74 in 2018, then -$0.68, -$0.43, -$0.01, $0.29, -$0.40, -$0.58, and $0.28 and $0.24 in fiscal 2025 and 2026. The ten-year median is about $0.12 per share. The check on this is the cash itself: across those ten years the company's operating cash flow, less equipment spending and stock compensation, totaled about -$71 million. Revenue grew from $422 million to $790 million, but that growth was funded with borrowed money rather than profits. In fiscal 2026 we also removed a one-time net gain of about $7 million before tax from a customer's warehouse consolidation ($34.7 million of core revenue against a $27.5 million write-down). We added back only charges that involve no economic cost: depreciation, currency swings on peso leases and hedges, and tax-accounting reserves. The auto industry has a reputation for volatility, but this company's risk shows up differently than it would for a carmaker. Demand for replacement starters and brakes follows miles driven and the age of the vehicles on the road, not new-car sales, and revenue grew every year for a decade. The volatility is in profit, and it mostly comes from forces outside management's control. Interest rates matter most: the cost of selling receivables went from $9 million in fiscal 2022, when the discount rate was 1.9%, to $38 million in fiscal 2025 at 6.2%. Each one-point change in rates moves annual earnings by about $6 million, or roughly $0.30 per share. That is larger than the company's entire recent owner earnings. Trade policy is second. Most products are rebuilt in Mexico, where about 4,900 of the company's roughly 5,600 employees work, and the company warns that the renegotiation of the US-Mexico-Canada agreement due in 2026, and tariffs generally, could raise its costs materially. So far it has passed most tariffs through to customers: unrecovered tariff costs fell from $4.6 million in fiscal 2025 to $2.1 million in fiscal 2026 and zero in the June 2026 quarter. The peso is third. A stronger peso cut gross profit by about $3.5 million in the June 2026 quarter alone. The retailers' bargaining power runs through all of it. The company gave up $141 million in customer allowances in fiscal 2026 (equal to 18% of net sales), on top of the long payment terms. Base case (about $3 per share): The June 2026 quarter was weak (sales down 11% to $168 million, a net loss of $13.4 million, and operating cash outflow of $11 million). Management attributes this to order timing, to customers selling off inventory bought from a liquidated competitor, and to moving heavy-duty production from Canada to Mexico. We assume owner earnings of about $2.5 million this year, below last year's $4.9 million given the quarter. We then assume a recovery to about $5.5 million a year (roughly $0.29 per share) by year four, a little above the fiscal 2025 and 2026 levels. That recovery rests on the new business the company says it has won (more than $100 million of added annual sales expected by the end of fiscal 2027) and on finishing the Mexico move. We give that only partial credit. Management cut its fiscal 2026 sales outlook by $50 million during the year, and new business requires upfront payments to retailers and more inventory. Earnings hold there through year fifteen, then fade to zero by year twenty-five as electric vehicles, which have no starter or alternator, slowly take over the fleet. The thin margin after financing costs means that losing even part of the starter and alternator volume would erase profit, so we do not assume the brake business alone keeps earnings going. Bear case (about -$2 per share): The losses of fiscal 2019 to 2024 return, with owner earnings of -$6 million to -$8 million a year in the near term, easing over a decade. This is built from named risks. Concentration is rising: the largest customer went from 35% to 42% of sales, and another major customer fell from 27% to 21% in two years. Interest costs could rise again. Tariff or USMCA changes could land on Mexican production. And both the bank credit line (due December 2028) and roughly $42 million of 10% convertible notes including accrued interest (due March 2029) must be refinanced within about thirty months. A negative value means that on this path the business consumes more cash than it produces. Its roughly $80 million of net bank debt plus the convertible notes would then exceed what the operations are worth by approximately $2 per share. Bull case (about $10 per share): The company's own levers work. The new business arrives on schedule, lifting sales toward the $900 million annual rate management describes. The Mexico relocation cuts costs. Tariffs keep getting passed through. Owner earnings reach about $14 million (roughly $0.75 per share) within three years and grow about 3% a year to year ten. After that the starter and alternator business fades over twenty years, and the brake and diagnostics business keeps about a third of peak earnings indefinitely. All cases discount cash flows at 6% and value the shares on about 19 million shares outstanding. The convertible notes convert at $15 per share, above every case, so we treat them as debt. The biggest way we could be wrong is if a lasting drop in interest rates or a sustained improvement in terms with the big retailers brings financing and customer costs down. Neither is visible in the filings today, so neither is in the base case. What the filings do show is ten years of rising sales that have not turned into cash for shareholders. The margin-of-safety price stays well below book value until the business shows two consecutive years of real owner earnings.
