Business condition attached to the margin of safety Management reports that the material weaknesses in internal control over financial reporting disclosed in the 2025 annual report have been remediated.
HF Foods Group distributes fresh produce, frozen and dry food and non-food supplies, mainly to Asian restaurants across the United States. It runs sixteen distribution centers and four cross-docks, over 400 vehicles and serves about 15,000 customer locations. The company says its edge is understanding the language and culture of its customers, plus specialty sourcing that mainstream distributors rarely offer. Order taking and customer service are supported by an outsourced call center in China, but all of its sales are made in the United States. What the business earns. Reported profit is distorted by goodwill write-offs from past acquisitions (a non-cash $38.8 million in 2025 and $46.3 million in 2024; goodwill is now fully written off), so we measure cash owner earnings: operating cash flow, less swings in working capital, less stock compensation, less the spending needed to keep the trucks and buildings going. We count both cash equipment purchases and the principal repaid on finance-leased vehicles, because otherwise a growing fleet financed through leases would look free. Per share, owner earnings were $0.58 in 2021, $0.46 in 2022, $0.21 in 2023, $0.14 in 2024 and $0.07 in 2025. The fall is real. Cash capital spending plus lease principal rose from $6.0 million in 2023 to $16.1 million in 2024 and $25.2 million in 2025, while sales stayed near $1.2 billion. Non-cash amortization of acquired customer relationships ($15.7 million in 2025) is added back as a sunk acquisition cost; we give the business no growth, so that decay is not treated as permanent. We anchor on the average of 2024 and 2025, about $0.105 per share, because those two years reflect today's higher capital spending. Owner earnings fell 52% in 2025, yet the base case starts at $0.105, above the 2025 figure. Our reasons: operating cash flow in the first half of 2026 was $14.0 million against $10.5 million a year earlier, and construction in progress fell from $10.4 million to $2.5 million by the end of 2025, including a $4.0 million inventory management system that entered service that year. Property purchases in the first half of 2026 were $20.3 million against $6.7 million a year earlier. In January 2026 the company also bought two sites it already operated and had leased, a distribution center in Elk Grove Village, Illinois ($9.0 million) and a cross-dock in Toledo, Ohio ($3.5 million); the timing matches the jump, and it is a one-time purchase. Base case: about $1.44 per share. Owner earnings stay flat at about $0.105 for 30 years, then nothing. Sales have held above $1.1 billion for four straight years, and gross margin was 17.1% in 2024 and 16.9% in 2025, so we credit persistence but no growth. We leave out the plan to broaden into other ethnic and specialty foodservice segments, which is intent rather than record. We also leave out acquisitions: the company made them in 2020 through 2022 and none in 2023 through 2025. Bear case: about $0.25. Owner earnings kept falling every year from 2021 to 2025. The bear case assumes that continues: from $0.07 the earnings shrink steadily to zero over eight years. The evidence is a mix shift away from higher-margin Asian specialty goods (sales of $226 million in 2025 against $306 million in 2024) toward lower-margin commodity items ($124 million against $58 million), which trimmed gross margin from 17.1% to 16.9%. Borrowings of about $162 million (term loans of $106 million plus $56 million on the credit line), roughly $3 per share, rank ahead of shareholders, and interest expense was $11.5 million in 2025. Management also reports that its internal controls over financial reporting were not effective at year-end 2025, and the filing flags uncertainty about import costs after a February 2026 Supreme Court decision invalidating certain tariffs. Bull case: about $1.95. Capital spending returns to about the $16 million of 2024 after the 2026 property purchases, and owner earnings return to $0.14, a level the company reached in 2024. That is held for 30 years, then nothing. First-half 2026 revenue is up 3.7% and net income attributable to shareholders was $3.8 million against a $0.4 million loss a year earlier, but we do not credit further growth. The margin-of-safety price is about $0.55, well under the base case, because the debt, the falling earnings record and the control weaknesses leave little room for error. Debt was not subtracted from value, since owner earnings are already after interest. What would prove this wrong: capital spending settling well below the recent $16 to $25 million range (upside), or gross margin slipping further as the mix shifts (downside). Sales of Asian specialty products are the number to watch.
