Gladstone Commercial is a net-lease real estate investment trust that owns 151 industrial and office properties across 27 states, leased to a diversified set of tenants under long-term contracts. Occupancy stood at 99.1% at the end of 2025, and more than half of current lease revenue runs beyond 2030, giving the portfolio unusual visibility for a real estate company. The company is externally managed: an outside adviser runs the business for a fee equal to 0.425% annually of the company's gross real estate value, plus an incentive fee. This fee grows automatically as the portfolio grows, regardless of how profitable that growth is for shareholders - it has risen from roughly $4-5 million a year in 2019-2020 to $6.6 million in 2025. We built owner earnings from operating cash flow, stripping out the swings from receivables, payables and similar working-capital timing, and deducting only the capital spending needed to maintain the existing portfolio (tenant improvements, building upkeep) - not the much larger spending on new property acquisitions, which is discretionary growth investment. On that basis, cash earnings available to common shareholders (after the preferred stock and senior common stock that sit ahead of common equity) declined from about $1.43 per share in 2021 to roughly $0.86 per share in 2025. One further judgment: 2025's reported cash flow included an $18.5 million one-time payoff of a receivable tied to an old lease financing structure; we treated that as non-recurring rather than ordinary earnings, since including it would have made 2025 look far stronger than the business's normal run rate. The three-year decline has two clear, dated causes: the company issued a substantial number of new common shares to fund acquisitions (the share count grew about 19% between 2022 and 2025), and financing costs rose as the company leaned more on a variable-rate credit line, currently about $437 million outstanding at roughly 5.4%. Importantly, the real estate itself remains healthy - the portfolio earns roughly an 8.5% return on cost, comfortably above the company's ~5.2% average cost of debt - so the per-share erosion looks like a financing and share-count issue, not a deterioration in the properties or the tenants. We used cash earnings available to common shareholders of about $0.99 per share - the middle of the last three fiscal years - as the starting point, discounted at a flat 6% over a ten-year horizon. In the bear case, the drag from share issuance and the rising management fee continues largely unabated for several years before leveling off, without help from lower interest rates; per-share cash earnings keep falling before stabilizing at a lower level. This produces a value of roughly $10 per share. In the base case, we lean on a fact already visible in the 2025 filing: the benchmark short-term interest rate the company's credit line is priced off fell from over 5% to 3.87% by the end of 2025, which should gradually lower the cost of its variable-rate debt over the next year or two. That relief offsets much, though not all, of the ongoing fee and share-count drag, so the decline slows sharply in year one and per-share cash earnings roughly stabilize after that. We assumed no growth beyond a flat level, in the ten-year forecast or beyond, because we could not point to a specific driver - beyond hoped-for good execution - for the business to do better than hold its ground. This produces a value of roughly $15 per share. In the bull case, further interest-rate relief continues as already signaled, and the company keeps funding new acquisitions in a disciplined, accretive way - consistent with its long record of 99%+ occupancy and a healthy spread between property returns and borrowing costs - allowing modest growth in per-share cash earnings for several years. This produces a value of roughly $20 per share. Given this range, and given that the main uncertainty is how much of the recent per-share decline reverses versus persists, the margin-of-safety price is about $8.75 per share, a level that holds up even if the bear case is closer to right. What would make this estimate wrong: if interest rates do not fall as currently expected, if the company keeps issuing shares faster than its earning power grows, or if a significant tenant runs into financial trouble (the top five tenants account for about 17% of lease revenue, and roughly 23% of current leases expire in 2026 and 2027), the bear case could prove optimistic rather than conservative.
