Business condition attached to the margin of safety A credible, dated resolution of the conservatorship capital structure is formally adopted — e.g., an executed amendment to the Treasury Purchase Agreement (or enacted legislation) that reduces or eliminates the senior preferred stock's claim on net-worth growth, ends the liquidation-preference ratchet, or otherwise resolves the warrant/senior-preferred overhang in a way that leaves common shareholders a real claim on future earnings.
Freddie Mac (Federal Home Loan Mortgage Corporation) buys mortgages from lenders, packages most of them into guaranteed mortgage-backed securities, and collects a guarantee fee for bearing the credit risk on a loan book of roughly $3.5 trillion. It has operated under U.S. government conservatorship since September 2008. That conservatorship, not the mortgage business itself, is what determines what the common stock is worth. When the government stepped in during the 2008 crisis, Treasury received senior preferred stock (senior to all other stock, including common) and a warrant to buy 79.9% of the common stock for essentially nothing. Under the terms that govern the senior preferred stock today, its liquidation preference — the amount that has to be paid before common shareholders get anything — automatically increases each quarter by the full amount of any increase in the company's net worth. In practice this means that as Freddie Mac earns money and retains it (it pays no common or cash dividends), almost all of that value accrues to Treasury's senior claim rather than to common equity. If Freddie Mac ever finishes building the capital regulators require, a second mechanism takes over: Treasury becomes entitled to a cash dividend equal to the smaller of 10% of the (very large and growing) senior preferred balance or that quarter's increase in net worth — and because the senior preferred balance is now over $140 billion, that second figure is almost certain to be the smaller one indefinitely, so substantially all future earnings growth continues to flow to Treasury either way. Because the senior preferred claim only ratchets up and never down, in a bad year for credit losses common shareholders would absorb the full decline while Treasury's claim stays exactly where it was. We built ten years of the cash actually generated by the business (operating cash flow, adjusted for the swings created by buying and reselling loans held for sale and for non-cash items like credit-loss provisions and amortization), then subtracted the amount that mechanically flowed to Treasury's senior preferred claim each year. The result, per share (using a share count that already reflects Treasury's 79.9% warrant, since that dilution is effectively permanent), has been negative or near zero in eight of the last ten years, ranging from about $2 negative to about $0.73 positive; there is no cash return to common holders in this structure today, and the value implied for common stock is small or negative even before considering the price. Our base case assumes this arrangement persists essentially unchanged for the next decade and beyond — there is no dated, filed plan for exiting conservatorship or restructuring Treasury's stake, only informal comments about a possible future public offering, so we do not build an exit into the case we consider most likely. On that basis, our base case value is modestly negative, around $(6.83) per share. Our bear case assumes a credit downturn hits during the forecast period — the kind of housing-market stress that would meaningfully raise loan losses — while the one-way ratchet on Treasury's claim means common shareholders bear the full brunt with no offsetting reduction in Treasury's position. That produces a materially larger negative value, around $(27.36) per share; in plain terms, in this scenario the business is worth meaningfully less than nothing to common holders once Treasury's senior claim is accounted for. Our bull case gives real, though not majority, weight to the one dated fact in the filings that points toward change: the government has publicly discussed a possible public stock offering and a path out of conservatorship, without committing to a timeline or terms. We model a partial, negotiated easing of Treasury's claim roughly two-thirds of the way through the ten-year window, after which common holders begin capturing a modest share of future earnings growth. That produces a positive value of roughly $12.08 per share — but the great majority of that value depends on this negotiated easing actually happening and then lasting indefinitely, which is a real possibility raised in the filings but not a certainty, and readers should weigh that concentration of value accordingly. Given a base case that is itself negative, our estimate assigns no positive margin-of-safety price to the common stock today. This is not a case of an attractive business trading at a discount; it is a case where the government's senior claim currently absorbs essentially all of the value the business creates for common shareholders, and that would need to change, in a specific and dated way, before the stock is investable at any price grounded in the cash it can be expected to generate for common holders. We found no going-concern language, no indication the company is a shell, and no evidence it is Chinese-controlled, in the cannabis business, or in the cryptocurrency business. The common stock's move off the New York Stock Exchange happened in 2010 as a direct, long-settled consequence of conservatorship (not a sign of current financial distress), and it has traded in the over-the-counter market in a stable manner ever since; we do not treat that as an active delisting risk.
