Business condition attached to the margin of safety Evidence, from a subsequent 10-K or 10-Q, that FirstEnergy's ownership share of consolidated earnings (i.e., the portion NOT allocated to the outside minority investor in the transmission subsidiary) has stabilized rather than continuing to fall year over year, and that the pending federal case against the two former senior executives has concluded without additional cost or restriction being imposed on FirstEnergy itself.
FirstEnergy is a regulated electric transmission and distribution utility holding company serving customers in Ohio, Pennsylvania, New Jersey, West Virginia and Maryland through operating subsidiaries such as JCP&L, Met-Ed, Penelec, Mon Power and Potomac Edison. It no longer owns competitive power generation: its former merchant-generation subsidiary, FirstEnergy Solutions, went through bankruptcy and was fully separated from the company by 2020, leaving FirstEnergy as a pure-play, rate-regulated wires business. We valued the company on that basis, using cash generated over 2019-2025 (after that separation was complete) as the anchor for normal earning power, which comes to roughly $1.57 of owner earnings per share. A few accounting judgment calls materially affect the result. First, because FirstEnergy is in the middle of a large, multi-year capital program (grid modernization and rate-base growth running well ahead of currently billed revenue), a standard revenue-linked split between 'growth' and 'maintenance' capital spending produced a negative owner-earnings figure in every one of the last seven years -- an artifact of the one-to-two year lag between when the company spends the capital and when regulators let it recover in rates, not a sign of value destruction. We instead treated depreciation as the proxy for maintenance capital spending (the amount needed just to hold the existing regulated asset base steady) and treated capital spending above depreciation as growth investment funded externally through debt and new shares, which is how it is actually financed. Second, in November 2022 FirstEnergy sold roughly a fifth of its transmission subsidiary to an outside investor (Brookfield). Because that subsidiary is still fully consolidated in FirstEnergy's reported cash flow, we reduced owner earnings each year by the portion of consolidated earnings that belongs to that outside investor rather than to FirstEnergy shareholders. That outside investor's share of earnings has been rising quickly -- about 7% of consolidated income in 2022, 13% in 2023, and 20% in 2025 -- because the transmission business is growing fastest of any segment. This is a real and growing drag on per-share value that we carried through the growth path and discuss further below. Third, a $275 million customer-refund accrual tied to a 2026 regulatory settlement (see below) temporarily flattered 2025 reported cash flow; we removed it as a working-capital timing item since it reverses as a cash payment in 2026. On the legal overhang: in its 2025 10-K, FirstEnergy disclosed that in July 2021 it entered a deferred prosecution agreement with the U.S. Attorney's Office relating to its lobbying and governmental affairs activities concerning Ohio House Bill 6, paid a $230 million penalty, and agreed to the filing of a charge against the company of conspiracy to commit honest services wire fraud. The company completed the core obligations of that agreement in July 2024, and a related Ohio regulatory investigation was resolved in January 2026 with FirstEnergy agreeing to refund about $275 million to customers. A federal indictment against two former senior FirstEnergy officers, filed in January 2025 and disclosed in that 10-K, remains open, and final dismissal of the charge against the company itself is conditioned on that case concluding. We do not see an unresolved threat to the company's ability to operate, but the litigation is not fully closed and we have kept a legal-cost cushion in our bear case. Because trailing owner earnings actually fell from 2024 to 2025 (roughly $2.71 to $2.31 per share, a 15% decline, driven mainly by the outside investor's growing income share and rising maintenance-level spending), we did not assume a rebound to the 2024 level. Our base case starts near the current level and grows modestly (roughly 3-4.5% a year) as base rate cases that management has said it plans to file in Ohio, West Virginia and Maryland in the second half of 2026 gradually let the company catch up on the capital already spent. Our bear case assumes those rate cases are delayed or approved at lower returns, the outside investor's income share keeps climbing, and residual legal costs from the still-open case persist, producing several years of flat-to-declining owner earnings before stabilizing. Our bull case assumes the rate cases are approved promptly and on favorable terms, the outside investor's share of earnings stops rising, the large West Virginia gas-and-solar plant now pending regulatory approval is built on budget, and the outstanding legal matter concludes without further cost to the company. Because this is a regulated utility with a durable service-territory monopoly, most of the value in every case comes from what the business is expected to earn beyond the next ten years, not from the next decade alone -- in our base case, that longer-term value is about two-thirds of the total, which is worth being aware of, and we sized it conservatively (modest low-single-digit sustained growth) given the ownership-dilution trend described above. Our bear case values the shares at about $25, our base case at about $40, and our bull case at about $48. Given the spread between the bear and base cases, the margin-of-safety price is in the low $30s, reflecting the extra caution warranted by the growing minority-investor claim on the transmission business and the still-open legal matter.

OE = CFO - ΔWC - SBC - maintenance capex, then adjusted for noncontrolling interest. CFO=$3,700M. ΔWC=+$347M -- this includes a +$275M non-cash accrual for the Ohio PUCO HB6-related settlement (customer restitution/refunds adopted Jan 7, 2026), which is a future cash outflow (refunds paid over 3 billing cycles from Feb 2026); subtracting the full ΔWC bucket correctly strips this one-time swing out of owner earnings. SBC=$85M (disclosed pre-tax total). D&A (maintenance-capex proxy)=$1,607M. Total capex ('capital investments')=$4,705M; growth capex=$3,098M funded externally. 2019 $2.06 ▼
OE = CFO - ΔWC - SBC - maintenance capex, computed on FirstEnergy Corp consolidated basis (post-FirstEnergy Solutions divestiture; FES was reclassified to discontinued operations/deconsolidated by 2018-2020). CFO=$2,467M. ΔWC = sum of 'Changes in current assets and liabilities' as reported in the CF statement (Receivables, Materials & supplies, Prepaid taxes & other, Accounts payable, Accrued taxes, Accrued interest, Accrued compensation & benefits, Other current liabilities, Other) = +$49M. SBC estimated at $85M pre-tax (based on $69-105M range disclosed in years with an explicit Stock-Based Compensation Plans note figure; exact 2019 figure not separately located). Maintenance capex judgment call: mechanical margin-revenue-based growth-capex split (Revenue less Fuel and Purchased Power, per project convention for regulated utilities) produced negative owner earnings in every year 2019-2025 because FE's capex is ramping well ahead of currently-billed revenue due to multi-year regulatory lag between rate-base spend and rate-case recovery -- not because value is being destroyed. Substituted the standard utility-analysis proxy: maintenance capex = depreciation & amortization (D&A represents the rate at which the existing regulated asset base is consumed and must be reinvested just to hold rate base steady; capex above D&A is growth in rate base, funded externally via debt/equity, not from current owner earnings). D&A(2019)=$1,217M (pure D&A, excludes any impairment). Total capex (property additions + nuclear fuel) = $2,919M; growth capex = $2,919-$1,217=$1,702M (funded externally, not deducted from owner earnings). OE = 2,467-49-85-1,217 = $1,116M. No noncontrolling-interest adjustment needed (Brookfield's stake in FirstEnergy Transmission was not acquired until Nov 2022). Diluted shares=542M. OE/sh=$2.06. NOT USED IN VALUATION ANCHOR -- transition year. FY2018 reflects FirstEnergy Solutions' bankruptcy-related separation costs and a $2,399M impairment charge (added back as non-cash); consolidated CFO was temporarily depressed. OE = CFO - ΔWC - SBC - maintenance capex. CFO=$1,410M. ΔWC≈-$166M. SBC estimated at $85M. D&A (maintenance-capex proxy, pure, impairment excluded)=$1,384M. Total capex=$2,675M; growth capex=$1,291M funded externally. OE=1,410-(-166)-85-1,384=$107M. Diluted shares=494M. OE/sh=$0.22. 2017 $3.67 ▼
NOT USED IN VALUATION ANCHOR -- transition year. FY2017 net income (-$1,724M) was depressed by a one-time ~$1.7B U.S. tax-reform-related deferred-tax charge and pre-FES-bankruptcy items; cash flow from operations was unaffected by that non-cash charge and was actually strong, illustrating why CFO-based owner earnings avoids the one-time GAAP distortion. Figures below use the restated (FES-excluded, continuing-operations) presentation from the FY2019 10-K comparative columns, consistent with the pure-play regulated business FE is today. OE = CFO - ΔWC - SBC - maintenance capex. CFO=$3,808M. ΔWC≈+$393M (changes in current assets/liabilities; some line-item-to-year mapping approximate due to table formatting in the source filing). SBC estimated at $85M (no year-specific figure separately located; based on $69-105M disclosed range). D&A (maintenance-capex proxy)=$1,700M. Total capex=$2,587M; growth capex=$887M funded externally. OE=3,808-393-85-1,700=$1,630M. Diluted shares=444M. OE/sh=$3.67. 2016 $2.54 ▼
NOT USED IN VALUATION ANCHOR -- pre-transformation year. FY2016 still consolidates FirstEnergy Solutions (FES), the competitive generation subsidiary FE has since fully divested (FES filed Ch.11 in 2018, emerged independently as Energy Harbor in 2020); FY2016 also carries a $10,665M non-cash impairment tied to FES's merchant generation fleet, producing a -$6,177M consolidated net loss even though cash flow from operations was healthy. OE = CFO - ΔWC - SBC - maintenance capex. CFO=$3,371M (as originally filed, includes FES). ΔWC=+$187M (sum of changes in current assets/liabilities). SBC=$105M (disclosed FirstEnergy-only stock comp note total). D&A (pure, impairment shown separately)=$1,997M, used as maintenance-capex proxy (see FY2019 record for rationale). Total capex=$3,067M (property additions $2,835M + nuclear fuel $232M); growth capex=$1,070M funded externally. OE=3,371-187-105-1,997=$1,082M. Diluted shares=426M. OE/sh=$2.54.
