Business condition attached to the margin of safety Owner earnings after stock-based pay are positive for two consecutive fiscal years (FY2027 and FY2028), with stock-based pay at or below about 15% of revenue (it was about 15.6% in the quarter ended July 31, 2026, versus 17.2% for fiscal 2026).
Elastic sells a search-based data software platform, either as self-managed software or as its hosted Elastic Cloud service, which contributed 48% of fiscal 2026 revenue. Fiscal 2026 (year ended April 30, 2026) revenue was $1,739.3 million, up 17.3% (fiscal 2025 was up 17.0%). Contracted future revenue was $1.982 billion at year end, about 61% of it due to be recognized within twelve months, and existing customers were spending about 12% more than a year earlier (net expansion rate about 112%). So why do we value the shares at little or nothing? Because of what is left for owners. Operating cash flow was $326.9 million, but $298.4 million of that (17.2% of revenue) was stock handed to employees instead of cash, which we treat as a real cost. We also strip out timing swings in working capital, such as customers paying subscriptions in advance ($168.6 million of deferred revenue growth), because those depend on the business continuing to grow. We keep sales commissions in the cost line: Elastic capitalized $163.7 million of commissions in fiscal 2026 and expensed $111.1 million; we charge the $111.1 million as a recurring cost and treat only the $52.6 million excess as growth spending. On that basis owner earnings were a loss of about $24.4 million, or $0.23 per share, in fiscal 2026, and a loss of $46.7 million, or $0.45 per share, in fiscal 2025. The loss has narrowed every year since fiscal 2023: about minus $2.24 per share in fiscal 2023, minus $1.41 in fiscal 2024, minus $0.45 in fiscal 2025 and minus $0.23 in fiscal 2026. We measure the current business over fiscal 2025 and 2026 (about minus $0.34 per share), because stock pay has held near 17% of revenue in both years and earlier years were dominated by much heavier losses. If all commission spending were instead treated as working capital, fiscal 2026 would show roughly $96.5 million ($0.90 per share); we do not do that because commissions are paid every year to win and renew business. Fiscal 2026 net income of $367.8 million should not be read as earnings power. It includes a non-cash deferred income tax benefit of $398.6 million, mostly from releasing valuation allowances against deferred tax assets (the allowance fell from $437.5 million to $4.2 million). Without it, the company still had a net loss. Base case ($0 per share): last year owner earnings improved by about $22.3 million, but we start year one with no further improvement, because a continued narrowing of the loss is a hoped-for margin gain rather than something contracted. At the fiscal 2025-2026 level, with no growth credited, the business keeps losing money for owners, so nothing we can name and evidence produces value for shareholders. We record zero rather than a negative number because the company holds $1.370 billion of cash and securities against $575.0 million of 4.125% senior notes due July 15, 2029, so it does not owe more than it is worth. Interest income of $51.8 million on that cash is already inside the figures above, and we do not count the cash a second time. Bear case ($0 per share): stock pay stays near 17% of revenue, customers' spending stops expanding and the losses persist, leaving the equity worth nothing to owners, while the $575.0 million of notes still come due in July 2029. Again the cash exceeds the debt, so we do not show a negative value. Bull case ($7.30 per share): revenue keeps growing from the existing customer base, which is supported by the 112% net expansion rate and the contracted backlog, at 12% a year for three years, 8% for three years and 4% for four years, all below the recent 17%. Owner-earnings margin improves by 1.5 percentage points a year for four years, from minus 1.4% to plus 4.6%, and then holds; the loss has narrowed by at least this much in each of the last three years (minus 11.6% in fiscal 2024, minus 3.1% in fiscal 2025, minus 1.4% in fiscal 2026). We credit nothing after year ten because we cannot name what would sustain it. This is a 90th percentile outcome, not a forecast. What we left out and why: new customers, new products and further margin gains in the base and bear cases are not contracted or already in hand, so they earn no credit there. A test of the recent trend: in the quarter ended July 31, 2026, revenue rose 15.1% to $478.1 million, the net loss narrowed to $16.7 million from $24.6 million, and stock pay was $74.8 million (about 15.6% of revenue, versus 16.8% a year earlier). One quarter is not enough to move our level, but it is the direction the bull case needs. What would prove this estimate wrong: two or more years of positive owner earnings after stock pay, or evidence that cash commissions and stock pay are falling well below current levels. The margin-of-safety price of $3.00 applies only if owner earnings after stock-based pay turn positive for two straight years, since today the base case is worth nothing.
