Cerence sells the in-car voice assistant and conversational software used by most major automakers, including BMW, Mercedes-Benz, the Volkswagen Group, Stellantis, Renault, Toyota, Ford and General Motors. Its software has shipped in more than 525 million vehicles, including over 25 million new vehicles in fiscal 2025. It earns money from an embedded licence fee or royalty paid per vehicle, and from fees for connected cloud services. The fiscal year ends September 30. What the shares appear to be worth: about $3.20 per share in the base case, $0.10 in the bear case and $7.50 in the bull case. The wide gap reflects a business whose cash earnings, measured conservatively, have swung between negative and positive from year to year. How we measured earnings. We start with cash from operations, remove the swings from working capital (mainly customer prepayments and the unwinding of deferred revenue), subtract stock-based compensation as a real cost, and subtract only the capital spending needed to stand still. On that basis, earnings per share were $0.23 in fiscal 2020, $1.66 in 2021, $0.45 in 2022, a loss of $0.91 in 2023, $0.76 in 2024 and a loss of $0.40 in 2025. We used the median of all six years, about $0.34 per share, because the period spans the pandemic, the fiscal 2023 loss and the swing from 2024 to 2025. Two years are flattered by revenue recognised from cash collected earlier. In fiscal 2021 deferred revenue was being worked down. Fiscal 2024 included $67.8 million of deferred revenue accelerated into the first quarter when a legacy contract acquired from Nuance was terminated early, with no cash flow associated with it. Fiscal 2023 was depressed by stock compensation of $40.8 million against operating cash flow of only $7.5 million. Because the distortions run in both directions, we kept all six years. Growth check. Earnings per share fell from $0.76 in fiscal 2024 to a loss of $0.40 in fiscal 2025. The base case does not assume growth from there. It assumes a return to the six-year median of about $0.34 and then holds it flat. In the first nine months of fiscal 2026, revenue was $248.9 million against $191.1 million a year earlier, operating cash flow was $72.0 million against $48.4 million, capital spending was $3.1 million and stock compensation was $19.6 million. Even after removing the working-capital inflows we could identify from the quarterly filing, that period is positive, and the third quarter showed net income of $1.5 million. We did not raise the earnings level above the median on this evidence, because three quarters is a short record and some working-capital lines could not be fully reconciled. Base case ($3.20). Earnings per share stay at about $0.34 for ten years, then fade in a straight line to zero over the following ten. The evidence for holding the level: fixed contracted performance obligations of $223.5 million at September 30, 2025 (about $79.6 million due within a year), supply relationships with nearly every major automaker, per-vehicle pricing on more than 25 million new cars a year, and a five-year backlog that rose to $1.17 billion from $953 million a year earlier. Most of that backlog is $1.0 billion of variable royalties that depend on future vehicle production, so we treated it as support for durability but did not credit it as growth. Nothing else is credited: no share gains, new products or margin expansion. We cannot point to contracts that run beyond the ten-year window, which is why value tapers rather than continuing. Bear case ($0.10). Earnings per share stay near the fiscal 2022 to 2025 median of about $0.03 until the convertible notes mature in 2028, and the business then winds down over roughly five years. The named risks: Cerence carries $210 million of 1.50% convertible senior notes due 2028 against $84.0 million of cash at September 30, 2025, and earnings were negative in fiscal 2023 and 2025. One customer was 25.4% of revenue in fiscal 2024 and two were 12.7% and 10.3% in fiscal 2025, so losing a platform matters. Many large technology companies, including Amazon, Apple, Google, Microsoft, Alibaba, Baidu and Tencent, offer their own virtual assistants, which the company lists as a competitive threat. The notes are large relative to what the business earns, so in this case shareholders would probably be diluted or left with very little. We did not deduct the debt separately, because earnings are already after interest paid, but this case is close to zero for that reason. Bull case ($7.50). Earnings per share reach $0.80, close to the fiscal 2024 figure of $0.76, hold for ten years and then fade over ten. The drivers are the ones already visible: the revenue recovery in fiscal 2026, low capital spending of about $3 million in nine months, and a growing variable backlog. We did not use fiscal 2021 at $1.66 as the reference, because it was helped by deferred revenue being recognised without new cash. We assumed no market recovery and no new products. What could make this wrong. Big technology assistants could replace Cerence's software in future vehicle platforms, ending per-vehicle royalties earlier than assumed. Lower automaker production reduces royalty income directly. Stock compensation of $27.4 million in fiscal 2025 is large relative to earnings, and if it does not fall as revenue grows, per-share value stays low. On the other side, if fiscal 2026 cash generation proves durable after allowing for customer prepayments, our base case is too low. Judgement calls and open points. Amortisation of acquired intangibles and the fiscal 2024 goodwill impairment of $609 million are non-cash and were not charged against earnings; the decay of acquired technology is reflected in the fade after year ten and in the bear case rather than in the earnings level. Some fiscal 2026 working-capital lines were not available to us, so the fiscal 2026 comparison is approximate. Margin-of-safety price: $1.40. This is well below the base case because earnings were negative in two of the last three fiscal years, the convertible notes mature in 2028, and revenue depends on a few large customers.
